Externalities are a fundamental cause of market failure in IB Economics, occurring when the actions of producers or consumers impose costs or confer benefits on third parties not directly involved in the transaction. Understanding externalities allows students to analyse why free markets may misallocate resources and how government intervention can potentially correct these inefficiencies.

1. What Are Externalities? | 什么是外部性?

An externality exists when the production or consumption of a good or service generates spill‑over effects on a third party that are not reflected in the market price. Because economic agents base their decisions on private costs and benefits, they ignore external impacts, leading to an inefficient allocation of resources from society’s perspective.

Externalities lie at the heart of market failure because they break the direct link between the decision‑maker’s incentives and broader social welfare. In the IB syllabus, you need to be able to diagrammatically illustrate, explain and evaluate the consequences of externalities and the policies designed to address them.

2. Private vs Social Costs and Benefits | 私人成本/收益与社会成本/收益

To analyse externalities, it is essential to distinguish between private and social perspectives. Private costs are the costs directly incurred by the producer or consumer (e.g. labour, raw materials, the price paid). Social costs include all private costs plus any external costs imposed on third parties. Similarly, private benefits are the direct gains from consumption, while social benefits add any external benefits to others.

  • Marginal Social Benefit (MSB) = MPB + Marginal External Benefit (MEB).

Markets that are free from externalities will produce where MPB equals MPC, and this equilibrium also corresponds to the socially optimal output where MSB = MSC. With an externality, these two conditions diverge, creating either over‑ or under‑production.

3. Negative Production Externalities | 负生产外部性

A negative production externality arises when a firm’s production process imposes costs on third parties without compensation. Common examples include air pollution from factories, water contamination from chemical plants, and noise pollution from construction. Here the MSC curve lies above the MPC curve by the amount of the marginal external cost at each output level.

The resulting over‑production creates a deadweight welfare loss equal to the area of the triangle between the MSC and MSB curves from Qs to Qm.

4. Negative Consumption Externalities | 负消费外部性

Negative consumption externalities occur when the consumption of a good harms third parties. In these cases, the MPB curve is higher than the MSB curve, with the vertical distance representing the marginal external cost borne by others.

5. Positive Production Externalities | 正生产外部性

A positive production externality arises when a producer’s activity generates benefits for others that are not captured in the market price. Examples include research and development (knowledge spill‑overs), training of workers who later move to other firms, and sustainable farming practices that improve soil for neighbouring farms. Here the MSC curve lies below the MPC curve because external benefits effectively reduce the true social cost of production.

The resulting under‑production is a market failure that can be addressed through subsidies that lower the firm’s private cost, bringing MPC down towards MSC, or through direct government provision.

6. Positive Consumption Externalities | 正消费外部性

Healthcare and vaccinations also generate external benefits by reducing the spread of disease. In these cases, the MSB curve lies to the right of the MPB curve, reflecting the marginal external benefit.

For negative externalities, the triangle points to the over‑produced output region; for positive externalities, it points to the under‑produced region.

A Pigouvian tax is a per‑unit tax imposed to correct a negative externality. By setting the tax equal to the marginal external cost at the socially efficient output Qs, the government raises the firm’s MPC until it coincides with the MSC. The firm internalises the external cost, reducing output from Qm to Qs and eliminating the deadweight loss.

In the case of a positive production externality, a per‑unit subsidy equal to the marginal external benefit at Qs shifts the MPC curve downward until it meets the MSC curve, encouraging the socially optimal output. For consumption externalities, a subsidy to consumers shifts demand outward so that MPB plus the subsidy matches MSB.

10. Government Intervention: Regulation and Tradable Permits | 法规与可交易许可证

Regulation can precisely target the externality at source and is easier for the public to understand.

This system creates a price for pollution and a continuous incentive to innovate.

The outcome will be socially efficient regardless of which party initially holds the property right, though the distribution of income will differ.

A combination of measures often yields the best outcome—for instance, using a carbon tax alongside tradable permits and public investment in green R&D.
