1. The Economic Problem |

The fundamental economic problem is scarcity: resources are finite while human wants are infinite. This forces societies to make choices about what to produce, how to produce, and for whom to produce. Scarcity exists because factors of production are limited relative to unlimited desires.

Opportunity cost is the next best alternative forgone when an economic decision is made. Understanding trade-offs helps individuals, businesses, and governments allocate resources efficiently. Every choice involves a sacrifice, and identifying the true opportunity cost sharpens decision-making.

All economies must answer three basic questions: What goods and services should be produced? How should they be produced? And for whom should they be produced? Different economic systems — market, planned, and mixed — answer these questions in fundamentally different ways, affecting efficiency and equity.

2. Factors of Production |

The four factors of production are land (natural resources), labour (human effort), capital (man-made goods used in production), and enterprise (the willingness to take risks and organise the other factors). Each factor plays a distinct role in generating output.

Each factor earns a reward: rent for land, wages for labour, interest for capital, and profit for enterprise. The quality and quantity of these factors determine a country’s productive potential. Improvements in human capital or technology shift the production possibility frontier outward.

Factor mobility refers to how easily resources can be moved from one use to another. Geographical mobility (movement of labour to different locations) and occupational mobility (changing jobs or industries) are key concepts in labour markets. Immobility can lead to structural unemployment if workers’ skills do not match available jobs.

3. Supply and Demand |

Demand is the quantity of a good or service that consumers are willing and able to buy at a given price over a period of time. The law of demand states that, ceteris paribus, as price falls, quantity demanded rises. The downward-sloping demand curve reflects this inverse relationship.

Supply is the quantity that producers are willing and able to sell at a given price over a period. The law of supply states that, ceteris paribus, as price rises, quantity supplied rises. The upward-sloping supply curve shows that higher prices incentivise firms to produce more.

The equilibrium price is where demand equals supply. Shifts in the demand or supply curves, caused by factors like income, tastes, production costs, or technology, lead to a new equilibrium price and quantity. Markets automatically adjust to clear any surplus or shortage.

A table of common demand and supply shifters:

Demand Shifters (需求变动因素) Supply Shifters (供给变动因素)
Changes in income (收入变动) Production costs (生产成本)
Tastes and preferences (偏好) Technology (技术)
Prices of substitutes/complements (替代品/互补品价格) Indirect taxes and subsidies (间接税与补贴)
Population and demographics (人口结构) External shocks (外部冲击)

Understanding these shifts is essential for analysing how markets adjust and for evaluating government policies like taxes and subsidies. Always distinguish between a movement along the curve and a shift of the entire curve.

4. Elasticity | 弹性

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. It is calculated as:

PED = % change in quantity demanded ÷ % change in price

PED = 需求量变动百分比 ÷ 价格变动百分比

If PED > 1, demand is elastic; if PED < 1, demand is inelastic; if PED = 1, unit elastic. Factors affecting PED include the availability of substitutes, the degree of necessity, brand loyalty, and the time period considered.

Price elasticity of supply (PES) measures the responsiveness of quantity supplied to a price change. In the short run, supply tends to be inelastic; in the long run, it becomes more elastic as firms can expand capacity. The main determinants are spare production capacity, stock levels, and the time frame.

Income elasticity of demand (YED) indicates how demand changes with consumer income. Normal goods have positive YED; inferior goods have negative YED. Luxury goods have YED > 1, while necessities have YED between 0 and 1.

Cross elasticity of demand (XED) measures the relationship between two goods. Positive XED indicates substitutes; negative XED indicates complements. The size of the coefficient reveals how closely related the goods are.

5. Market Failure |

Market failure occurs when the free market fails to allocate resources efficiently, leading to a net social welfare loss. Common causes include externalities, public goods, information gaps, and market power. When a market fails, government intervention may be justified to restore efficiency.

Negative externalities, such as air pollution from a factory, create external costs not reflected in the market price. The social cost exceeds the private cost, causing overproduction. Diagrammatically, the marginal social cost (MSC) curve lies above the marginal private cost (MPC) curve.

Positive externalities, such as education or vaccination, generate external benefits. The social benefit exceeds the private benefit, leading to underconsumption if left to the market. The marginal social benefit (MSB) curve lies above the marginal private benefit (MPB) curve.

Public goods are non-excludable and non-rivalrous, meaning once provided, no one can be prevented from using them, and one person’s use does not reduce availability. Examples include street lighting and flood defences. These are typically underprovided by the market due to the free-rider problem.
