IB Economics: Demand and Supply Key Points | IB

📚 IB Economics: Demand and Supply Key Points | IB

Demand and supply form the bedrock of microeconomics. In the IB Economics syllabus, understanding how markets work through the interaction of buyers and sellers is essential for analysing everything from price changes to government policies. This revision guide covers every key concept – from the laws of demand and supply to elasticity, surplus, and state intervention – ensuring you are fully prepared for both Standard Level and Higher Level papers.

1. The Law of Demand |

The law of demand states that, ceteris paribus, as the price of a good or service falls, the quantity demanded increases, and as the price rises, the quantity demanded decreases. This inverse relationship between price and quantity demanded is represented by a downward‑sloping demand curve. The two main reasons behind the law are the income effect (a lower price increases consumers’ real purchasing power) and the substitution effect (consumers switch towards a relatively cheaper good).

It is crucial to distinguish between a movement along the demand curve (caused solely by a change in the good’s own price) and a shift of the demand curve (caused by changes in non‑price determinants such as income, tastes, prices of related goods, and expectations).

  • Normal goods: demand rises when income rises.
  • Inferior goods: demand falls when income rises (e.g. instant noodles).
  • Substitutes: an increase in the price of good A raises the demand for good B.
  • Complements: an increase in the price of good A reduces the demand for good B.

2. The Law of Supply |

The law of supply states that, ceteris paribus, as the price of a good rises, the quantity supplied increases, and as the price falls, the quantity supplied decreases. This positive relationship between price and quantity supplied gives the supply curve its upward slope. Producers are motivated by higher potential profits at higher prices, while rising marginal costs in the short run also necessitate a higher price to justify expanded output.

A shift of the supply curve occurs when any non‑price determinant changes. Key determinants include costs of production (wages, raw materials), technology, indirect taxes and subsidies, the number of sellers, and producer expectations. For example, a technological improvement reduces production costs and shifts the supply curve to the right.

3. Market Equilibrium |

Market equilibrium occurs at the price where quantity demanded equals quantity supplied. At this price, there is no tendency for change – the market clears. Graphically, it is the intersection of the demand and supply curves. If the market price is above equilibrium, a surplus (excess supply) exists, putting downward pressure on price. If the price is below equilibrium, a shortage (excess demand) pushes the price upward.

The market mechanism, often described as the ‘invisible hand’, automatically guides the price towards equilibrium without central direction. IB exam questions frequently require you to analyse how a change in a determinant of demand or supply affects the equilibrium price and quantity. Always follow a step‑by‑step approach: identify the determinant, decide which curve shifts and in which direction, then find the new equilibrium.

4. Shifts vs. Movements Along the Curves |

A common source of confusion – and a classic IB exam trap – is the distinction between a shift of a curve and a movement along a curve. A movement along the demand curve is caused only by a change in the good’s own price. A shift of the entire demand curve is caused by a change in any of the non‑price determinants (income, tastes, population, prices of related goods, expectations). The same logic applies to supply: own‑price changes cause movements; changes in costs, technology, taxes, or number of firms cause shifts.

Diagram practice is essential. When drawing, label your axes carefully: Price on the vertical, Quantity on the horizontal. Show the initial and new equilibrium points clearly. If both demand and supply shift simultaneously, the relative magnitude of the shifts will determine the direction of the price and quantity changes – a favourite HL examination scenario.

5. Price Elasticity of Demand (PED) |

Price elasticity of demand measures the responsiveness of quantity demanded to a change in the good’s own price. It is calculated using the formula:

PED = (% change in quantity demanded) ÷ (% change in price)

Value Classification Meaning
PED > 1 Elastic Quantity demanded changes more than proportionately to price change.
PED < 1 Inelastic Quantity demanded changes less than proportionately.
PED = 1 Unit elastic Total revenue remains constant.
PED = 0 Perfectly inelastic Quantity demanded does not change (vertical demand curve).
PED = ∞ Perfectly elastic Any price rise causes demand to fall to zero (horizontal curve).

PED is crucial for firms’ pricing strategies: if demand is inelastic, raising price increases total revenue; if elastic, raising price reduces total revenue. Determinants of PED include the availability of close substitutes (more substitutes → more elastic), the degree of necessity (necessities tend to be inelastic), the proportion of income spent on the good, and time period. HL students must also be comfortable with the PED with linear demand curve (varying elasticity along the curve) and the total revenue test.

6. Price Elasticity of Supply (PES) |

Price elasticity of supply measures the responsiveness of quantity supplied to a change in price. The formula is:

PES = (% change in quantity supplied) ÷ (% change in price)

Key determinants of PES are time period (supply is more elastic in the long run), the availability of stocks, spare production capacity, and ease of entry into the market. For an IB Economics candidate, you must be able to explain how the PES value affects the incidence of an indirect tax between consumers and producers.

7. Consumer and Producer Surplus |

Consumer surplus is the difference between the maximum price consumers are willing to pay and the market price they actually pay. It is the area below the demand curve and above the market price. Producer surplus is the difference between the market price and the minimum price at which producers are willing to supply; it is the area above the supply curve and below the market price.

At the free‑market equilibrium, total surplus (consumer + producer surplus) is maximised, representing allocative efficiency. Any government intervention – such as price controls, taxes, or subsidies – typically reduces total surplus and creates a deadweight loss, unless the intervention corrects a market failure (e.g. a negative externality).

8. Price Controls: Ceilings and Floors |

Governments sometimes impose price controls to alter the market outcome. A price ceiling is a legal maximum price set below the free‑market equilibrium. It creates a persistent shortage because quantity demanded exceeds quantity supplied. Common examples include rent controls and caps on essential food prices. To be effective, a price ceiling must be set below equilibrium.

A price floor is a legal minimum price set above equilibrium. It generates a surplus, with quantity supplied exceeding quantity demanded. Minimum wage laws and agricultural price supports are classic examples. A price floor requires the government to purchase the excess supply or adopt a quota system to prevent the surplus from driving the price back down.

Both interventions lead to a deadweight loss and can encourage informal ‘black’ markets. IB exam answers must include a well‑labelled diagram showing the resulting shortage or surplus and the changes in consumer and producer surplus.

9. Indirect Taxes and Subsidies |

An indirect tax (e.g. excise duty, VAT) shifts the supply curve vertically upward by the amount of the tax. This raises the equilibrium price paid by consumers and reduces the price received by producers. The incidence of the tax – how the burden is shared – depends on the relative elasticities of demand and supply. When demand is relatively inelastic, consumers bear a larger share; when supply is relatively inelastic, producers bear more.

A subsidy shifts the supply curve downward by the subsidy amount, lowering consumer price and raising the price received by producers. Subsidies are often used to encourage consumption of merit goods (e.g. education, renewable energy) or to support producers. The benefit of a subsidy is also split between consumers and producers depending on elasticities. A subsidy creates a deadweight welfare loss because the cost to the government exceeds the increase in total surplus.

In HL papers, you may be asked to calculate the tax revenue, government subsidy cost, changes in surplus, and welfare loss from a diagram or data.

10. Market Efficiency and Deadweight Loss |

Market efficiency is achieved when the market produces at the equilibrium quantity, where marginal social benefit (MSB) equals marginal social cost (MSC). At this point, total welfare (consumer plus producer surplus) is maximised. This outcome is referred to as allocative efficiency.

Any deviation from the free‑market equilibrium – caused by price ceilings, floors, indirect taxes, subsidies, or monopoly pricing – leads to a deadweight loss. Deadweight loss represents the value of the trades that could make both buyers and sellers better off but are not taking place. On a diagram, it is the triangle between the demand and supply curves over the units not traded.

Understanding deadweight loss is fundamental for evaluating government policies in IB Economics Paper 1 (essay) and Paper 2 (data response). Be ready to identify the loss on a diagram, explain why it occurs, and discuss possible justifications – such as equity or positive externalities – that might make the intervention socially desirable despite the efficiency loss.
