In a market economy, most goods and services are allocated through the price mechanism. However, certain goods known as public goods cannot be efficiently provided by the free market. This leads to market failure – a situation where the price mechanism fails to allocate resources optimally. In IGCSE CIE Economics, understanding public goods is essential for analysing why governments need to intervene in an economy.

Public goods are commodities or services that are both non-rivalrous and non-excludable. Because of these characteristics, they are not profitably supplied by private firms in a free market. The free rider problem arises because individuals can enjoy the benefits of a public good without paying for it. Rational consumers will wait for others to pay, hoping to ‘free ride’. This behaviour destroys the incentive for private firms to supply the good, as they cannot collect sufficient revenue.

Market failure occurs with public goods because the price mechanism fails to signal society’s true demand. Even if the total social benefit of a public good exceeds the cost of provision, private producers will not supply it. This leads to under‑provision or complete absence of the good, resulting in a loss of social welfare.

Inefficiency, bureaucracy, and the risk of political decisions overriding economic reasoning can lead to wasteful spending. Nevertheless, for pure public goods, direct provision remains the most practical solution.

Use a real‑world example to illustrate your points. Diagrams are less common for this topic, but a simple demand‑and‑supply graph showing zero private supply can be included if asked to illustrate market failure. Make sure to explain clearly why the market fails and how government intervention addresses the failure.
