The short run is a period in which at least one factor of production is fixed; the long run allows all inputs to vary. Total product (TP) shows total output. Marginal product (MP) is the change in TP from adding one more unit of a variable input. The law of diminishing marginal returns states that as more of a variable input is added to a fixed input, MP eventually falls. This explains the shape of cost curves. Total cost (TC) equals total fixed cost (TFC) plus total variable cost (TVC). Average total cost (ATC) is TC/Q; average variable cost (AVC) is TVC/Q; average fixed cost (AFC) declines continuously. Marginal cost (MC) is the change in TC from producing one more unit, ΔTC/ΔQ. The MC curve intersects AVC and ATC at their minimum points. The ATC curve is typically U-shaped. In the long run, all costs are variable, and the long-run average cost curve is an envelope of short-run ATC curves, exhibiting economies of scale, constant returns, and diseconomies of scale.

In the short run, a firm can earn economic profits (P > ATC) or incur losses (P < ATC). If P ≥ AVC, the firm continues to operate in the short run to minimize losses; if P < AVC, it shuts down. In the long run, entry and exit drive economic profit to zero, with firms producing at minimum ATC. Perfect competition achieves both productive efficiency (P = minimum ATC) and allocative efficiency (P = MC).

Profit maximization: MR = MC. The monopolist then charges the price on the demand curve corresponding to that quantity. This results in a price higher than marginal cost (P > MC), creating deadweight loss and allocative inefficiency. A monopoly does not necessarily earn profit in the short run; it can incur losses if ATC exceeds price. However, due to barriers, long-run economic profits are possible. Price discrimination occurs when a firm sells the same good at different prices to different consumers not based on cost differences, increasing producer surplus and reducing consumer surplus. A natural monopoly arises when economies of scale are so large that a single firm can supply the entire market at a lower cost than multiple firms; regulation (e.g., average-cost pricing) may be used.

This results in excess capacity: the firm produces below the minimum efficient scale, so P > minimum ATC and productive inefficiency persists. Firms engage in non-price competition such as advertising and product development. As P > MC in long-run equilibrium, allocative efficiency is also not achieved.

The kinked demand curve model explains price rigidity in oligopolistic markets: if a firm raises its price, rivals do not follow, making demand elastic above the kink; if it lowers its price, rivals match, making demand inelastic below the kink. The resulting break in the MR curve means that MC can change within a range without affecting the profit-maximizing price. Payoff matrices are used to identify dominant strategies and Nash equilibria.

Factor markets determine the prices of inputs such as labor, capital, and land. The demand for a factor is a derived demand—it stems from the demand for the goods and services the factor helps produce. For a perfectly competitive labor market, MFC equals the wage (W), and the firm hires up to MRP = W. MRP equals marginal product (MP) times marginal revenue (MR) or times price if the product market is perfectly competitive. A change in product demand, labor productivity, or prices of other inputs shifts MRP. In a monopsony (single buyer of labor), the firm faces the upward-sloping market labor supply curve, so MFC > wage. The monopsonist hires fewer workers and pays a lower wage than in a competitive labor market, creating a deadweight loss.

Information asymmetry can lead to adverse selection and moral hazard. Other government interventions include price ceilings (create shortages, e.g., rent control), price floors (create surpluses, e.g., minimum wage), excise taxes (affect buyers and sellers depending on relative elasticities, creating deadweight loss), and antitrust policies to promote competition. Deadweight loss from taxation is minimized when demand or supply is inelastic.
