1. The Accounting Equation |

The accounting equation forms the very foundation of double-entry bookkeeping. It states that every asset a business owns has been financed either by borrowing (liabilities) or by the owner’s investment and accumulated profits (equity). This equation must remain in balance after every single transaction, ensuring the books are always correct.

Assets = Liabilities + Equity

If a business purchases equipment with cash, one asset increases and another decreases, leaving the equation balanced. If it takes out a bank loan, assets (cash) rise and liabilities (loan) rise equally.

2. Calculating Profit |

Profit measures the financial return a business earns from its activities over a specific period. It is found by deducting all costs and expenses from the revenue generated. At the simplest level, the net profit (or net loss) is the difference between total income and total expenditure.

Net Profit = Total Revenue − Total Expenses

Total revenue includes sales and other income. Total expenses encompass the cost of goods sold, wages, rent, depreciation, and other operating costs. When total revenue exceeds total expenses, the business earns a profit; otherwise it incurs a loss.

3. Cost of Sales |

Cost of sales (also called cost of goods sold) represents the direct cost of the inventory that a business has actually sold during an accounting period. It is deducted from revenue to determine gross profit. The fundamental equation links opening and closing inventory with purchases.

Cost of Sales = Opening Inventory + Purchases − Closing Inventory

In practice, purchases may need to be adjusted for purchase returns and carriage inwards. The net purchases figure is a more accurate measure of the goods acquired for resale.

Net Purchases = Purchases − Purchase Returns + Carriage Inwards

Therefore, a detailed cost of sales formula can be written as: Cost of Sales = Opening Inventory + Net Purchases − Closing Inventory.

4. Gross Profit Margin |

The gross profit margin expresses gross profit as a percentage of revenue. It reveals how well a business controls its direct costs, such as production or purchasing costs. A high margin suggests efficient cost management and strong pricing power.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%

Recall that Gross Profit = Revenue − Cost of Sales. For every pound of revenue, the gross margin percentage is retained to cover other expenses and generate net profit.

5. Net Profit Margin | 净利率

Net profit margin takes the analysis a step further: it measures the percentage of revenue that remains after all operating expenses, interest, and other costs have been subtracted. This is the ultimate measure of a firm’s overall profitability.

Net Profit Margin = (Net Profit ÷ Revenue) × 100%

Net profit is derived by subtracting all operating expenses (e.g., salaries, rent, utilities) from the gross profit. A declining net profit margin could indicate rising expenses or competitive pressure on selling prices.

6. Return on Capital Employed (ROCE) |

ROCE evaluates how efficiently a business uses the funds invested in it to generate profit. It is a key profitability ratio for investors and lenders, as it can be compared across different businesses regardless of size.

ROCE = (Net Profit ÷ Capital Employed) × 100%

Capital employed can be defined as total assets minus current liabilities, or as owner’s equity plus long-term liabilities. At Year 10 level, it is often provided or simplified to these figures. A higher ROCE indicates better return on investment.
