1. The Accounting Equation | 会计等式

Every financial transaction is built around the accounting equation: Assets = Liabilities + Owner’s Equity (Capital). This equation must always remain in balance. When a business purchases an asset with cash, one asset increases while another decreases, leaving the equation unchanged. When a bank loan is taken, both assets (cash) and liabilities (loan) increase. Understanding this dual effect is the first step toward double‑entry bookkeeping.

2. Double‑Entry Bookkeeping | 复式记账法

The double‑entry system records each transaction twice – once as a debit and once as a credit. For asset accounts, increases are debited and decreases are credited. For liabilities and capital, the rule is reversed: increases are credited and decreases are debited. Income is recorded as a credit and expenses as a debit. Every debit entry must have a corresponding credit entry of equal amount, ensuring the books always balance.

Each document shows the date, amount, parties involved, and purpose of the transaction. Without a proper source document, no entry should be made in the books of original entry.

The cash book serves as both a book of prime entry and a ledger account for cash and bank. Totals from these books are periodically posted to the relevant ledger accounts.

Ledger accounts are T‑shaped records that show all debit and credit entries for a particular item – such as equipment, sales, or a customer account. At the end of a period, each account is balanced by calculating the difference between the debit total and credit total. The closing balance is carried down to the next period. Accounts are classified as personal, real or nominal, and they form the basis for the trial balance.

A trial balance lists all the ledger balances at a particular date, with debit balances in one column and credit balances in the other. If total debits equal total credits, it suggests that the double‑entry has been applied correctly. However, a balanced trial balance does not guarantee there are no errors – errors of omission, commission, principle, compensating errors, or complete reversal can still exist. The trial balance is the bridge to preparing the income statement and statement of financial position.

7. Income Statement | 利润表

The income statement for a trading business has two sections. The trading section calculates gross profit by subtracting cost of sales from sales revenue. Cost of sales is determined as: Opening Inventory + Purchases – Purchase Returns – Closing Inventory. The profit and loss section then deducts operating expenses (such as rent, wages, and depreciation) from gross profit to arrive at net profit for the period.

Liabilities are similarly classified as non‑current or current. The financing section shows capital, plus net profit, less drawings. The accounting equation must hold: Total Assets = Total Liabilities + Capital.

To apply the accruals (matching) concept, expenses and incomes must be recorded in the period they relate to, not when cash is paid or received. An accrual records an expense incurred but not yet paid – it is added to the expense in the income statement and shown as a current liability. A prepayment is an expense paid in advance; it is deducted from the expense and shown as a current asset. Adjusting entries are recorded in the journal before final accounts are prepared.

Typical reconciling items include: uncredited deposits (lodgements not yet recorded by the bank), unpresented cheques (cheques issued but not yet cleared), bank charges, standing orders, and direct debits. By adjusting the cash book for bank‑only items and then preparing the reconciliation, businesses ensure the correct bank balance is reported and detect any errors or fraud.
