1. The Accounting Equation |

The accounting equation states that what the business owns (assets) is always funded by what it owes (liabilities) and what the owner has invested (capital). This relationship must hold true after every single transaction and forms the very backbone of double-entry bookkeeping.

Assets = Capital + Liabilities

Assets are resources controlled by the business as a result of past events and from which future economic benefits are expected to flow to the business. Examples include cash, inventory, trade receivables and non-current assets such as machinery.
Capital (equity) represents the owner’s residual interest in the assets after deducting all liabilities. It increases with profit and additional investment, and decreases with drawings and losses.
Liabilities are present obligations arising from past events, the settlement of which is expected to result in an outflow of resources. Common examples include trade payables, bank overdrafts and loans.

2. Double-Entry Bookkeeping |

Every business transaction has a dual effect, meaning it impacts at least two accounts. The double-entry system records both aspects—a debit entry in one account and a corresponding credit entry in another—so that the accounting equation remains in balance.

The rules for debits and credits depend on the type of account. Students must memorise the following table, which summarises how increases and decreases are recorded.

Assets increase on the debit side and decrease on the credit side.
Liabilities increase on the credit side and decrease on the debit side.
Capital increases on the credit side and decreases on the debit side.
Income increases capital, so it is credited when earned.
Expenses decrease capital, so they are debited when incurred.

3. Books of Prime Entry |

Before transactions are posted to the ledger accounts, they are first recorded in specialised books of prime entry. These books act as a chronological daily record and reduce the volume of detail in the ledgers.

The following are the main books of prime entry that Cambridge IGCSE students must know:

Sales journal – records credit sales of goods.
Purchases journal – records credit purchases of goods.
Returns inwards journal – records goods returned by credit customers.
Returns outwards journal – records goods returned to credit suppliers.
Cash book – records all cash and bank transactions, serving as both a book of prime entry and a ledger account.
General journal – for transactions that do not fit into the above, such as correction of errors, opening entries and year-end adjustments.

4. Ledgers and Trial Balance |

After entries are recorded in the books of prime entry, they are posted to the general ledger. The general ledger contains separate accounts for each asset, liability, capital, income and expense item. At the end of a period, all ledger account balances are listed in a trial balance to check the arithmetic accuracy of the double-entry records.

Key points about the trial balance:

It is not part of the double-entry system but a check on it.
Total debits must equal total credits.
A balanced trial balance does not prove there are no errors; some errors (e.g. errors of omission, commission, principle) may still exist.
If the totals are unequal, a suspense account is opened to temporarily record the difference while the error is investigated.

5. Income Statement for a Sole Trader |

The income statement (or trading and profit and loss account) calculates the profit or loss a business has made over a specific period. For a trading business it is divided into two sections: the trading account, which determines gross profit, and the profit and loss account, which determines net profit.

Gross Profit = Net Sales Revenue – Cost of Sales

Net Profit = Gross Profit + Other Income – Expenses

Net sales revenue = Sales – Returns inwards (sales returns).
Cost of sales = Opening inventory + Purchases – Returns outwards + Carriage inwards – Closing inventory.
Expenses may include wages, rent, insurance, depreciation, irrecoverable debts and motor expenses. They are listed and deducted from gross profit.

6. Statement of Financial Position |

The statement of financial position (or balance sheet) shows the assets, liabilities and capital of a business at a particular point in time. It is a snapshot of the accounting equation in a formal layout.

Typical classification under the horizontal layout:

Non-current assets (long-term): land and buildings, machinery, motor vehicles, fixtures and fittings. Shown at net book value (cost minus accumulated depreciation).
Current assets: inventory, trade receivables, prepayments, bank and cash. Listed in order of liquidity.
Current liabilities: trade payables, bank overdraft, accruals. Due within one year.
Non-current liabilities: long-term loans. Due after more than one year.
Capital: opening capital + profit (or – loss) – drawings.

The statement can also be presented in a vertical format, which is the more common approach in the syllabus.

7. Adjustments: Depreciation |

Depreciation is the systematic allocation of the cost of a non-current asset over its useful life. It matches the expense of using the asset against the revenue it generates, in accordance with the matching principle.

Two common methods are examined at Year 10 level:

Straight-line method: same amount of depreciation is charged each year.
Depreciation = (Cost – Residual Value) / Useful Life
Reducing (diminishing) balance method: a fixed percentage is applied to the net book value (cost less accumulated depreciation) at the start of each year. The depreciation charge becomes smaller over time.

The double entry for depreciation is: debit Profit and Loss Account (expense) and credit Provision for Depreciation Account (accumulated depreciation, a contra-asset).

8. Adjustments: Accruals and Prepayments |

Under the accruals basis of accounting, income and expenses are recorded when they are earned or incurred, not necessarily when cash is received or paid. Year-end adjustments for accruals and prepayments ensure that financial statements reflect the correct amounts for the period.

Accrued (owing) expense: an expense that has been incurred but not yet paid by the year-end. The amount is added to the expense in the income statement and shown as a current liability.
Prepaid expense: an expense that has been paid in advance for a period after the year-end. The prepaid portion is deducted from the expense in the income statement and shown as a current asset.
Accrued income: income earned but not yet received. Added to income and recorded as a current asset.
Prepaid income: income received in advance for a future period. Deducted from income in the income statement and shown as a current liability.

9. Irrecoverable Debts and Provision for Doubtful Debts |

When a credit customer is unable to pay, the debt becomes irrecoverable and must be written off. The double entry is debit Irrecoverable Debts (expense) and credit Trade Receivables. A provision for doubtful debts is an estimate of future losses from receivables, created under the prudence concept.

Key treatment:

Increase in provision for doubtful debts: debit Profit and Loss Account and credit Provision for Doubtful Debts.
Decrease in provision: debit Provision for Doubtful Debts and credit Profit and Loss Account (as income or reduction of expense).
In the statement of financial position, trade receivables are shown at their net figure: gross receivables minus the provision for doubtful debts.

10. Bank Reconciliation Statement |

A bank reconciliation statement explains the difference between the cash book (bank column) balance and the bank statement balance on a specific date. Differences arise due to timing—such as unpresented cheques and outstanding lodgements—and errors in either record.

The procedure:

Start with the bank statement balance (or adjusted cash book balance if errors are found first).
Add unpresented cheques (cheques issued but not yet debited by the bank).
Subtract outstanding lodgements (amounts paid into the bank but not yet credited).
The result should equal the updated cash book balance.
All bank charges, direct debits, standing orders and dishonoured cheques that appear on the bank statement but not in the cash book must be recorded in the cash book before reconciliation.
