1. The Basic Economic Problem |

The basic economic problem arises because resources are limited but human wants are unlimited. This scarcity means that individuals, firms and governments must make choices about how to allocate finite resources. The cost of any choice is the next best alternative that is given up, known as the opportunity cost.

The four factors of production are land (natural resources), labour (human effort), capital (man-made goods used to produce others) and enterprise (the willingness to take risks and organise the other factors). A production possibility frontier (PPF) shows the maximum combinations of two goods an economy can produce with existing resources and technology. Points inside the frontier represent inefficiency, while points beyond are unattainable unless the economy grows.

2. Demand and Supply |

The law of demand states that, ceteris paribus, as the price of a good rises, the quantity demanded falls, and vice versa. This inverse relationship is shown by a downward-sloping demand curve. The law of supply states that as price rises, quantity supplied rises, creating an upward-sloping supply curve. Market equilibrium occurs where the demand and supply curves intersect, determining the equilibrium price and quantity.

Changes in price cause movements along the curves (contraction or expansion). Shifts of the entire curve occur when non-price determinants change. For demand, these include income, tastes, prices of substitutes or complements, and population. For supply, factors include production costs, technology, taxes, subsidies, and the number of firms.

3. Price Elasticity |

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. It is calculated as:

PED = %ΔQd ÷ %ΔP

If PED > 1, demand is elastic (luxuries, easily substituted goods). If PED < 1, demand is inelastic (necessities, addictive goods). A unitary elasticity (PED = 1) means total revenue remains constant when price changes. Knowledge of PED helps firms predict the impact of price changes on revenue and helps governments assess the effect of indirect taxes.

Price elasticity of supply (PES) measures how quantity supplied responds to price changes. PES = %ΔQs ÷ %ΔP. Supply is elastic when producers can quickly increase output (e.g. manufactured goods with spare capacity), and inelastic when capacity is fixed or production takes time (e.g. agricultural products).

4. Market Failure |

Market failure occurs when the price mechanism fails to allocate resources efficiently, leading to a net social welfare loss. Key types include:

Costs or benefits imposed on third parties. Negative externalities (e.g. pollution from a factory) lead to overproduction because the private cost is lower than the social cost. Positive externalities (e.g. vaccination) lead to underproduction because the private benefit is lower than the social benefit.
Goods that are non-excludable and non-rivalrous (e.g. street lighting, national defence). The free-rider problem means private firms will not provide them, so government intervention is often needed.
When one party in a transaction has more or better information than the other, leading to market inefficiency (e.g. used car markets).
A single firm dominating the market can restrict output and raise prices above competitive levels, reducing consumer surplus.

5. Government Intervention |

Governments intervene in markets to correct market failures and achieve a more equitable or efficient outcome. Common methods include:

Method | 方法 How it works | 运作方式 Example | 例子
Indirect taxes | 间接税 Increase the price of goods with negative externalities, reducing consumption Sugar tax, carbon tax
Subsidies | 补贴 Lower production costs and increase supply of goods with positive externalities Renewable energy grants
Regulation | 法规 Laws and standards to limit harmful activities or enforce safe practices Emission limits, minimum wage
Maximum prices to protect consumers, minimum prices to support producers Rent controls, agricultural price floors
Government directly supplies public goods or merit goods NHS, state education

Each intervention can have unintended consequences. For example, a minimum price (price floor) above equilibrium can lead to excess supply. Government failure occurs when intervention reduces economic welfare rather than improving it.

6. Macroeconomic Objectives |

Governments typically pursue these main macroeconomic objectives:

A sustained increase in the productive potential of the economy, measured by the percentage change in real GDP. Growth raises living standards but may cause inflation and environmental damage.
Minimising the number of people willing and able to work but without a job. Types include cyclical, structural and frictional unemployment.
Controlling inflation to a low and stable rate. The UK government sets a 2% CPI target. High inflation erodes purchasing power and creates uncertainty.
  • Balance of payments stability | 国际收支平衡: Achieving a sustainable current account position. A large deficit may indicate competitiveness problems; a surplus may be gained at others’ expense.
Reducing inequality may be an objective, achieved through progressive taxation and welfare payments.

7. Fiscal and Monetary Policy |

Fiscal policy involves the use of government spending and taxation to influence aggregate demand. Expansionary fiscal policy (increased spending or tax cuts) is used during a recession to boost growth and employment. Contractionary fiscal policy can cool an overheating economy and reduce inflation. The budget balance (surplus or deficit) affects national debt.

Monetary policy is operated by the central bank and primarily uses changes in the official interest rate to influence borrowing, spending and saving. Lower interest rates encourage borrowing and consumption, stimulating AD. Higher rates discourage spending and help control inflation. Quantitative easing is an unconventional tool used when interest rates are near zero.

8. International Trade |

Specialisation and trade allow countries to benefit from comparative advantage, where a country can produce a good at a lower opportunity cost than another. Free trade increases global output and consumer choice, but some domestic industries may decline. Protectionist measures include tariffs, quotas, subsidies to domestic producers, and non-tariff barriers.

Exchange rates express the value of one currency in terms of another. A strong pound makes imports cheaper and exports more expensive, possibly worsening the trade balance. A weak pound does the opposite. Exchange rates can be floating, fixed or managed.

The current account of the balance of payments records trade in goods, services, investment income and transfers. A persistent deficit may be financed by borrowing or selling assets, but could indicate underlying structural problems.
