1. Unfolding the Case Scenario |

The trial balance of Sophie’s Stationery Shop as at 31 December 2024 shows the following balances: Sales Revenue $120 000 (credit), Purchases $76 000 (debit), Inventory at 1 January 2024 $8 000 (debit), Rent $24 000 (debit), Wages $18 000 (debit), General Expenses $6 000 (debit), Equipment at cost $30 000 (debit), Accumulated Depreciation on Equipment $4 000 (credit), Trade Receivables $12 000 (debit), Trade Payables $9 000 (credit), Cash at Bank $15 000 (debit), Drawings $5 000 (debit), and Capital $61 000 (credit). The following adjustments must be made at the year end: closing inventory was valued at $10 000; equipment is depreciated at 20% per annum on cost; rent paid in advance amounts to $2 000; wages owing but unpaid total $3 000; a bad debt of $500 needs to be written off.

Before making any adjustments, verify that the trial balance agrees. Total debits equal $194 000 and total credits also equal $194 000, confirming that the ledger is arithmetically correct. Understanding the given data and identifying the adjustments are the first crucial steps in any case study question.

2. Analysing Adjustments and Preparing Journal Entries |

Each adjustment must be recorded through a general journal entry before being posted to the ledger. The first adjustment is closing inventory. In the inventory account, we record the closing inventory as an asset and reduce the cost of sales. The journal entry is: Debit Inventory $10 000, Credit Income Statement $10 000.

Depreciation on equipment is calculated as 20% × $30 000 = $6 000. The entry increases the expense and the accumulated depreciation: Debit Depreciation Expense $6 000, Credit Accumulated Depreciation – Equipment $6 000. After this, the total accumulated depreciation becomes $4 000 + $6 000 = $10 000.

For the rent prepayment, the expense account currently holds $24 000, but only $22 000 relates to this year. Therefore we must transfer the prepaid amount to an asset account: Debit Prepaid Rent $2 000, Credit Rent $2 000. The rent expense for the year becomes $22 000.

The wages accrual increases both the expense and the current liability: Debit Wages $3 000, Credit Wages Payable $3 000. As a result, the total wages expense for the year is $18 000 + $3 000 = $21 000.

Writing off the bad debt removes the uncollectible receivable and creates an expense: Debit Bad Debts Expense $500, Credit Trade Receivables $500. The net trade receivables now stand at $12 000 – $500 = $11 500.

3. Posting to the Ledger and Balancing Off | 过账到分类账并结账

After the journal entries have been recorded, each adjustment is posted to the relevant ledger accounts. For example, the Rent Account initially carried a debit balance of $24 000. We then credit the account with $2 000 for the prepayment, leaving a debit balance of $22 000. This $22 000 is transferred to the Income Statement as an expense, and the Rent Account is balanced off with a zero balance. The opposite entry goes to the Prepaid Rent account, which shows a debit balance of $2 000 to be carried down as an asset.

Similarly, the Wages Account receives an additional debit of $3 000 from the accrual, making the total debit $21 000. This total is then transferred to the Income Statement. The Wages Payable account is credited $3 000 and shows a credit balance to be carried down as a current liability. All revenue and expense accounts are closed off to the Income Statement, while asset, liability and capital accounts are balanced and their closing balances brought down.

4. The Adjusted Trial Balance |

To confirm that all adjustments have been processed correctly, we prepare an adjusted trial balance. The adjusted trial balance incorporates all the changes from the journal entries. Total debits and credits must still be equal. Here is a summary of the key adjusted balances (in $): Inventory (asset) 10 000 Dr; Trade Receivables 11 500 Dr; Prepaid Rent 2 000 Dr; Cash at Bank 15 000 Dr; Equipment 30 000 Dr; Accumulated Depreciation 10 000 Cr; Trade Payables 9 000 Cr; Wages Payable 3 000 Cr; Capital 61 000 Cr; Drawings 5 000 Dr; Sales Revenue 120 000 Cr; Purchases 76 000 Dr; Opening Inventory (will be used in cost of sales) 8 000 Dr; Rent 22 000 Dr; Wages 21 000 Dr; General Expenses 6 000 Dr; Depreciation 6 000 Dr; Bad Debts 500 Dr; and the Income Statement account will absorb the expense and revenue totals. The adjusted trial balance confirms that the total debits equal total credits at $217 000.

5. Drafting the Income Statement |

The income statement for the year ended 31 December 2024 starts with sales revenue of $120 000. The cost of sales is calculated as: Opening Inventory $8 000 + Purchases $76 000 – Closing Inventory $10 000 = $74 000. Therefore, gross profit is $120 000 – $74 000 = $46 000. From the gross profit, we deduct total operating expenses: Rent $22 000, Wages $21 000, General Expenses $6 000, Depreciation $6 000, and Bad Debts $500, which sum to $55 500. The result is a net loss of $46 000 – $55 500 = $(9 500).

Notice that although the business generated a healthy gross profit, high operating expenses pushed it into a loss. This highlights the importance of monitoring both cost of sales and overheads. The closing inventory adjustment directly reduced the cost of sales and improved the gross profit figure.

6. Constructing the Statement of Financial Position |

The statement of financial position as at 31 December 2024 presents the assets, liabilities, and capital. Non-current assets: Equipment at carrying amount $30 000 – $10 000 = $20 000. Current assets: Inventory $10 000, Trade Receivables $11 500, Prepaid Rent $2 000, Cash at Bank $15 000, giving total current assets of $38 500. Total assets equal $20 000 + $38 500 = $58 500.

On the equity and liabilities side, we start with the opening capital of $61 000, subtract the net loss of $9 500 and drawings of $5 000, leaving a closing capital of $46 500. Current liabilities consist of Trade Payables $9 000 and Wages Payable $3 000, totalling $12 000. Total equity and liabilities are $46 500 + $12 000 = $58 500, which matches total assets perfectly.

7. Calculating and Interpreting Key Ratios |

Ratio analysis helps evaluate the business’s profitability and liquidity. The gross profit margin is:

Gross Profit Margin = (Gross Profit ÷ Sales Revenue) × 100% = ($46 000 ÷ $120 000) × 100% = 38.33%

A gross margin of 38.33% indicates that for every dollar of sales, the business retains about $0.383 after covering the cost of the goods sold. This is relatively strong and suggests effective pricing or cost control on purchases. However, the net profit margin tells a different story:

Net Profit Margin = (Net Profit ÷ Sales Revenue) × 100% = (-$9 500 ÷ $120 000) × 100% = -7.92%

The negative net margin highlights that operating expenses consumed more than the gross profit, leading to a loss. The owner must scrutinise wages, rent, and other overheads. On the liquidity side, the current ratio is:

Current Ratio = Current Assets ÷ Current Liabilities = $38 500 ÷ $12 000 = 3.21 : 1
