1. Revenue and Profit |
Revenue is the total income a business earns from selling its goods or services before any costs are deducted. It is sometimes called sales turnover. Profit is what remains after all expenses have been subtracted from revenue. Businesses distinguish between gross profit and net profit to understand performance at different levels.
Revenue = Selling price per unit × Quantity sold
Gross Profit = Revenue − Cost of Sales
Net Profit = Gross Profit − Expenses
Cost of sales includes direct costs such as raw materials and direct labour. Expenses cover indirect costs like rent, salaries of administrative staff, and marketing. A business can increase profit by raising revenue or controlling costs.
2. Total Costs and Average Cost |
Total costs are the sum of all fixed costs and variable costs a business incurs. Fixed costs do not change with output in the short run (e.g. rent), while variable costs vary directly with production volume (e.g. raw materials). Average cost shows the cost per unit produced, which helps with pricing decisions.
Total Costs (TC) = Fixed Costs (FC) + Variable Costs (VC)
Average Cost (AC) = Total Costs ÷ Quantity of output
When average cost falls as output increases, the business benefits from economies of scale. If average cost rises, diseconomies of scale may be occurring. Managers monitor these figures to keep production efficient.
3. Break-even Analysis |
The break-even point is the level of output where total revenue equals total costs – the business makes neither a profit nor a loss. It is a vital planning tool for start-ups and when launching new products. The formula uses fixed costs and the contribution per unit.
Break-even output = Fixed Costs ÷ (Selling price per unit − Variable cost per unit)
The term in brackets is the contribution per unit. A break-even chart can also be drawn, showing total revenue and total cost lines intersecting at the break-even point. Below this point the business makes a loss; above it, a profit is generated.
4. Margin of Safety |
Margin of safety measures the amount by which actual sales can fall before the business reaches its break-even point. It provides an indication of risk – a larger margin of safety means the business is more resilient to drops in demand.
Margin of safety = Actual sales − Break-even sales
It can be expressed in units or in revenue terms. A business with a narrow margin of safety may need to act quickly if sales decline, perhaps by reducing fixed costs or raising prices if the market allows.
5. Contribution |
Contribution is the amount each unit sold contributes towards covering fixed costs and then generating profit. It is a key concept for decision-making, such as whether to accept a special order or discontinue a product line.
Contribution per unit = Selling price − Variable cost per unit
Total contribution = Contribution per unit × Quantity sold
If total contribution exceeds fixed costs, the business makes a profit. Managers often calculate contribution when they cannot easily allocate all overheads to individual products.
6. Cash Flow Forecast |
A cash flow forecast is a projection of cash inflows and outflows over a future period. It helps a business anticipate periods of negative cash flow so it can arrange overdrafts or delay payments. The key formula is for net cash flow and closing balance.
Net cash flow = Cash inflows − Cash outflows
Closing balance = Opening balance + Net cash flow
Cash inflows may come from sales revenue, loans, or owner’s capital. Outflows include payments to suppliers, wages, and interest. A forecast is not a guarantee but a planning estimate that should be updated regularly.
7. Profitability Ratios |
Profitability ratios assess how successfully a business generates profit relative to its sales or investment. Two commonly examined ratios are gross profit margin and net profit margin. They are expressed as percentages, allowing comparison over time and with competitors.
Gross Profit Margin (%) = (Gross Profit ÷ Revenue) × 100
Net Profit Margin (%) = (Net Profit ÷ Revenue) × 100
A falling gross profit margin may indicate rising cost of sales or price cuts. A declining net profit margin suggests expenses are growing too quickly. Businesses can improve margins by negotiating lower supplier prices or increasing selling prices without losing too many customers.
8. Liquidity Ratios |
Liquidity ratios measure a business’s ability to meet its short-term debts as they fall due. The two main ratios are the current ratio and the acid test (quick) ratio. Sufficient liquidity is essential to avoid insolvency.
Current Ratio = Current Assets ÷ Current Liabilities
Acid Test Ratio = (Current Assets − Inventories) ÷ Current Liabilities
A current ratio below 1.0 means current assets cannot cover short-term debts, which is risky. However, an excessively high ratio may indicate idle cash or poorly managed inventories. The acid test ratio removes inventories because they are not always quickly convertible to cash.
9. Market Share and Growth |
Market share represents the proportion of total industry sales attributed to a single business. It is an important indicator of competitiveness. Market growth measures how the overall market size is changing, which helps firms spot opportunities and threats.
Market Share (%) = (Business’s Sales ÷ Total Market Sales) × 100
Market Growth (%) = [(Sales this year − Sales last year) ÷ Sales last year] × 100
A business can increase market share by offering better quality, lower prices, or stronger branding. If the market is growing rapidly, even a constant market share can mean increasing sales volumes, which is often a positive sign for investors.
10. Price Elasticity of Demand (PED) |
Price elasticity of demand measures how responsive the quantity demanded is to a change in price. Knowing PED helps a business predict the effect of a price change on total revenue. It is always negative, but the sign is often ignored in interpretation.
PED = Percentage change in quantity demanded ÷ Percentage change in price
If PED > 1 (ignoring the minus sign), demand is elastic – a price cut will raise total revenue. If PED < 1, demand is inelastic – a price rise will increase total revenue. Products with many substitutes, such as branded snacks, tend to have elastic demand. Necessities with few substitutes, like petrol, often have inelastic demand.
11. Average Rate of Return (ARR) |
The average rate of return is a method used to evaluate the profitability of an investment project. It compares the average annual profit from the investment to the initial cost, expressed as a percentage. This helps a business decide whether a project meets its target rate of return.
Average annual profit = Total net profit over project life ÷ Number of years
ARR (%) = (Average annual profit ÷ Initial cost of investment) × 100
A higher ARR means the project is more attractive. However, ARR does not take into account the timing of cash flows or the time value of money. It is best used alongside other investment appraisal methods such as payback period.
