1. The Economic Problem and Opportunity Cost |

The fundamental economic problem is scarcity: finite resources cannot satisfy infinite human wants. This forces all decision-makers — individuals, firms and governments — to make choices. Every choice involves an opportunity cost, which is the value of the next best alternative forgone. Mnemonic: think of SCO — Scarcity causes Choice which creates Opportunity cost.

助记:记住 SCO——Scarcity(稀缺)导致 Choice(选择),从而产生 Opportunity cost(机会成本)。

Economic goods are scarce and command a price; free goods are abundant and have zero opportunity cost. Factors of production are the resources used to produce goods and services: land, labour, capital and enterprise. Remember with the phrase “CELL” — Capital, Enterprise, Land, Labour — though officially we list them as land, labour, capital, enterprise, the acronym still helps.

可用短语“CELL”来记忆——Capital(资本)、Enterprise(企业家才能)、Land(土地)、Labour(劳动力)——虽然官方排序为土地、劳动力、资本、企业家才能,但缩写同样有用。

2. Production Possibility Curve (PPC) |

A Production Possibility Curve shows the maximum combinations of two goods an economy can produce with its existing resources and technology. Points on the curve represent productive efficiency; points inside represent unemployment or inefficiency. The curve shifting outward indicates economic growth. To remember, imagine PPC as “Push Possibilities Curve”: when resources or technology improve, you push the curve outward.

The slope of the PPC illustrates opportunity cost. A concave PPC (bowed outward) reflects increasing opportunity cost because resources are not equally efficient in all uses. Think of a concave PPC like a stretched rubber band: the more you want of one good, the steeper the sacrifice becomes.

3. Demand, Supply and Market Equilibrium |

Demand is the quantity of a good consumers are willing and able to buy at various prices, ceteris paribus. The law of demand states there is an inverse relationship between price and quantity demanded. Supply is the quantity producers are willing and able to sell; the law of supply indicates a direct relationship. A handy memory device: “Demand goes Down as Price goes up; Supply goes Same direction as Price.”

一个便捷的记忆法宝:“Demand 随 Price(价格)涨而下(Down);Supply 与 Price 同方向(Same direction)”。

Market equilibrium occurs where quantity demanded equals quantity supplied; the price at this point is the equilibrium price. Disequilibrium can be a surplus (excess supply) or a shortage (excess demand). Think of equilibrium as “equal-librium” — where the two sides are equal.

Movements along the demand/supply curve are caused by a change in the good’s own price (extension/contraction). Shifts of the entire curve are caused by changes in non-price determinants such as income, tastes, price of substitutes/complements, etc. Mnemonic for demand shifters: PIRATES — Population, Income, Related goods’ prices, Advertising, Tastes, Expectations, Seasons.

需求平移因素助记符:PIRATES——Population(人口)、Income(收入)、Related goods(相关商品价格)、Advertising(广告)、Tastes(偏好)、Expectations(预期)、Seasons(季节)。

4. Elasticities: PED, YED, XED, PES |

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price.

PED = %ΔQd ÷ %ΔP

If PED > 1, demand is elastic (luxury goods). If PED < 1, demand is inelastic (necessities). If PED = 1, it is unit elastic. Mnemonic: “E for Elastic, Easy to stretch; I for Inelastic, Inflexible.”

PED = %ΔQd ÷ %ΔP

记忆:“E 为 Elastic(弹性),容易拉伸;I 为 Inelastic(无弹性),僵化不变。”

Income elasticity of demand (YED) is % change in quantity demanded divided by % change in income. YED > 0 for normal goods; YED < 0 for inferior goods. Think "Y" earns income — when income rises, normal goods demand Y jumps up; inferior goods demand Y falls.

Cross elasticity of demand (XED) measures the responsiveness of demand for good A when the price of good B changes. XED > 0 for substitutes; XED < 0 for complements. Mnemonic: "X marks the relationship — positive means two goods cross over (substitutes), negative means they go cross together (complements)."

Price elasticity of supply (PES) is % change in quantity supplied divided by % change in price. Key determinant: time period — supply is more elastic in the long run. PES > 1: elastic supply. Remember “Pass Time, Supply flexes” — producers can raise output more easily given time.

5. Consumer and Producer Surplus |

Consumer surplus is the difference between the maximum price consumers are willing to pay and the market price they actually pay. It is the area below the demand curve and above the market price. Producer surplus is the difference between the market price and the minimum price producers are willing to accept; it is the area above the supply curve and below the market price. Visualise a sandwich: the top bread is the demand curve, the bottom bread is the supply curve, and the meat in between is the surplus split into consumer surplus (top half) and producer surplus (bottom half) at equilibrium.

Total welfare is the sum of consumer and producer surplus. Any intervention like a tax reduces total surplus and creates a deadweight loss, which is the welfare lost to society that is not transferred to anyone. Remember “deadweight” as the weight of lost opportunities that is “dead” to the economy.

6. Government Intervention: Price Controls |

A maximum price (price ceiling) is a legal maximum set below the equilibrium price to protect consumers. It often creates a shortage and can lead to black markets. Mnemonic: “Ceiling is up, but the price is held down — results in shortage down the line.”

A minimum price (price floor) is a legal minimum set above equilibrium, often used to support producers (e.g. minimum wage, agricultural price support). It creates a surplus. Think “floor is down, but price is kept up — leads to surplus piled up.”

To analyse these, use simple supply-demand diagrams. Shortage = Qd – Qs at the ceiling; surplus = Qs – Qd at the floor. When writing exam answers, always refer to the excess demand or excess supply created.

7. Indirect Taxes and Subsidies |

An indirect tax is a tax on expenditure (e.g. VAT, excise duty). It shifts the supply curve vertically upward by the amount of the tax. The incidence of tax depends on relative elasticities: the more inelastic side of the market bears a greater burden. Mnemonic: “The stiff side gets stuck with the tax.”

A subsidy is a payment from the government to producers, shifting the supply curve downward. It lowers the market price and increases quantity. The total cost of the subsidy is the per-unit subsidy multiplied by the new quantity. Both consumers and producers benefit, but it imposes an opportunity cost on government spending.

Ad valorem tax is a percentage of price, causing a pivoted shift of the supply curve. Specific tax is a fixed amount per unit, causing a parallel shift. Remember “Ad valorem = adds according to value”, so the curve pivots.

8. Market Failure: Externalities |

Market failure occurs when the price mechanism fails to allocate resources efficiently. One major cause is externalities — costs or benefits to third parties not reflected in market prices. Negative externality: external cost (e.g. pollution). Positive externality: external benefit (e.g. education, vaccination). Remember that “Externality is an EXTRA effect; negative hurts others, positive helps others.”

Social cost = private cost + external cost. Social benefit = private benefit + external benefit. In a free market, goods with negative externalities are overproduced and overconsumed; goods with positive externalities are underproduced and underconsumed. Use the triangle of welfare loss or welfare gain to show the misallocation.

Government solutions: Pigouvian taxes to internalise negative externalities, subsidies for positive externalities, regulation, and tradable permits. The word “Pigouvian” sounds like “piggy on you” — the tax makes the polluter pay, like putting a financial piggy bank on them.

9. Public Goods and Information Failure |

Public goods are non-excludable and non-rivalrous. Non-excludability means you cannot stop people from benefiting once the good is provided. Non-rivalry means one person’s consumption does not reduce availability for others. Pure examples: street lighting, national defence. This leads to the free-rider problem — individuals enjoy benefits without paying, so private markets will not supply them. Mnemonic: “Non-excludable, Non-rival = ‘NN’ — so it’s a No-No for private firms.”

Information failure occurs when consumers or producers lack perfect information to make optimal decisions. This can lead to moral hazard (taking more risks because protected from consequences) and adverse selection (unfavourable outcomes because of asymmetric information before a transaction). Think of a second-hand car market: the seller knows more than the buyer, leading to a market for ‘lemons’.

Government responses include providing information, regulation (e.g. compulsory labelling), and direct provision of public goods financed by taxation. Remember “Information is power”, and when it fails, the invisible hand shakes.

10. Comparative Advantage and Trade |

Absolute advantage exists when a country can produce a good using fewer resources or more output per unit of input than another. Comparative advantage exists when a country can produce a good at a lower opportunity cost than another country. Even if one country has absolute advantage in everything, trade can still benefit both if they specialise according to comparative advantage.

To remember: “Absolute is about being better outright; Comparative is about being less bad in what you give up.” Always calculate opportunity cost of one good in terms of the other: country with lower opportunity cost has comparative advantage.

Terms of trade is the ratio of export prices to import prices. A favourable movement improves a country’s ability to purchase imports. Free trade enables consumption beyond a country’s PPC, increasing global allocative efficiency.

11. Aggregate Demand, Aggregate Supply and Macroeconomic Objectives (Micro-Macro Bridge) |

For CAIE Year 12, students also encounter basic macroeconomic concepts. Aggregate Demand (AD) is total spending in an economy: AD = C + I + G + (X – M). Remember “CIG-X-M” like a “cigarette smoking” habit — Consumption, Investment, Government spending, Exports minus Imports.

总需求(AD)是经济中的总支出:AD = C + I + G + (X – M)。可记忆为“CIG-X-M”,像“抽雪茄”的习惯——Consumption(消费)、Investment(投资)、Government spending(政府购买)、Exports minus Imports(净出口)。

Aggregate Supply (AS) is total output firms are willing to produce. Short-run AS (SRAS) slopes upward; long-run AS (LRAS) is vertical at the full employment level of output. Macroeconomic objectives: economic growth, price stability (low inflation), full employment, and balance of payments stability. Use the acronym “Great Pandas Find Bamboo” — Growth, Price stability, Full employment, Balance of payments.

可用首字母“Great Pandas Find Bamboo” —— Growth, Price stability, Full employment, Balance of payments。

Inflation is a sustained increase in the general price level. Deflation is a sustained fall. Disinflation is a decrease in the rate of inflation (prices still rising, but slower). A good way to separate them: “Inflation up, Deflation down, Disinflation slowing crown.”

12. Exchange Rates and the Balance of Payments (Key Terms) |

Exchange rate is the price of one currency in terms of another. Appreciation is a rise in the value of a currency under a floating system; depreciation is a fall. Remember “Up-reciation” and “Down-preciation”.

The balance of payments records all transactions between residents of a country and the rest of the world. The current account includes trade in goods, trade in services, primary income and secondary income. A current account deficit means imports exceed exports, matched by a surplus on the financial/capital account. Use “CA” as “Cash Account” — tracking the flow of cash from trade and income.
