Common Misconceptions and Correction Methods |

📚 Common Misconceptions and Correction Methods |

Accounting at AQA A-level Year 13 demands precision in both technical calculations and conceptual understanding. Many students lose marks not because they lack knowledge, but because they frequently fall into common misconceptions. This article highlights typical mistakes and provides clear correction methods to help you avoid them.

1. Capital vs Revenue Expenditure |

A common error is treating the replacement of a roof as revenue expenditure simply because it is a repair. In reality, if the new roof significantly enhances the building’s value or extends its useful life, it should be capitalised.

Conversely, students often capitalise routine maintenance costs. The key test is whether the expenditure merely maintains the existing service potential (revenue) or creates additional future economic benefits (capital).

To avoid mistakes, ask: Does the spending improve the asset beyond its original condition or extend its life? If yes, capitalise; if it only restores, treat as revenue. Always cross-check with the definitions in IAS 16.

2. Depreciation: Straight-line vs Reducing Balance |

Misapplying depreciation rates is widespread. A student might apply a 20% reducing balance rate but use it on the original cost each year, ignoring accumulated depreciation.

Another pitfall is forgetting to pro-rate depreciation in the year of acquisition or disposal. AQA often tests partial-year calculations where the number of months owned must be adjusted accurately.

Correction: For reducing balance, apply the rate to the net book value (cost minus accumulated depreciation to date). For straight-line, compute (Cost – Residual Value) / Useful Life, then multiply by months owned / 12. Practise using T-accounts for disposal to ensure the carrying amount is correctly removed.

3. Bad Debts and Provision for Doubtful Debts |

Many confuse writing off a specific bad debt with adjusting the provision. A bad debt write-off directly reduces trade receivables, while a provision is an estimate of future losses and does not eliminate any specific receivable at that moment.

Misunderstanding double entry: When creating or increasing a provision, the debit goes to the income statement as an expense (often called Bad Debts Expense or Provision Expense), and the credit goes to the Provision for Doubtful Debts account. A student might incorrectly credit Trade Receivables instead.

Correction: Use T-accounts. For a new provision: Dr Bad Debts Expense / Cr Provision for Doubtful Debts. When writing off an actual bad debt: Dr Bad Debts Expense / Cr Trade Receivables. Then adjust the provision at year-end based on the updated receivables ageing. The two processes are distinct; never confuse the ledger entries.

4. Inventory Valuation: FIFO vs AVCO |

A typical mistake is using selling price instead of cost to determine inventory value. Under IAS 2, inventory must be valued at the lower of cost and net realisable value (NRV), not market selling price.

When applying FIFO, students may forget that the most recent purchases remain in closing inventory, while older costs flow to cost of sales. AVCO requires a new weighted average after each purchase, but many incorrectly use a simple average or forget to recalculate.

Correction: For FIFO, physically layer the units: issue from the earliest batches. For AVCO, formula: (Total cost of inventory available) ÷ (Total units available). Use the resulting unit cost for both closing inventory and cost of sales. Always check for NRV after determining cost to apply the lower-of rule.

5. Ratio Analysis Pitfalls |

Incorrect formulas are a major issue. The table below highlights three frequently misremembered ratios.

Ratio Common Wrong Formula Correct Formula
Quick Ratio (Acid Test) Current Assets / Current Liabilities (Current Assets – Inventory) / Current Liabilities
ROCE Net Profit / Total Assets (Profit before Interest and Tax / Capital Employed) × 100%
Gearing Long-term Liabilities / Total Assets (Long-term Debt / (Equity + Long-term Debt)) × 100%

Another mistake is simplistic interpretation: high gearing is not always negative, but students often label it a weakness without considering the industry norm or interest cover. Similarly, a rising current ratio might signal slow-moving inventory rather than improved liquidity.

Correction: Memorise exact formulas and understand the components. Practise extracting figures from a published statement of financial position. Always contextualise ratios – compare with previous years and industry benchmarks, and combine several ratios to form a balanced conclusion.

6. Budgeting: Fixed vs Flexible Budgets |

Students often fail to flex a budget when activity levels change. Comparing actual results to a fixed budget prepared at a different output level produces meaningless variances that can mislead decision-making.

A flexible budget adjusts costs to the actual level of activity. The mistake is leaving all costs unchanged; variable costs must scale with activity, while fixed costs remain constant unless a step change occurs.

Correction: Identify cost behaviour patterns. Flex variable costs proportionally (e.g., direct materials, direct labour); fixed costs are typically unchanged. Compare actual costs against the flexed budget to obtain realistic variances that highlight efficiency and spending issues.

7. Standard Costing and Variance Analysis |

One of the most common misconceptions is labelling a variance as favourable (F) when it is actually adverse (A). For example, if actual material price is higher than standard, the variance is adverse, yet some students record it as favourable by simply reversing the subtraction.

Another pitfall is mixing up price and usage variances. Material price variance is based on the actual quantity purchased, whereas material usage variance uses the actual quantity used, valued at standard price. Students frequently apply the wrong quantity to the price variance.

Correction: Systematically memorise: Price Variance = (Standard Price – Actual Price) × Actual Quantity Purchased; Usage Variance = (Standard Quantity for Actual Output – Actual Quantity Used) × Standard Price. Check the logic: paying more than standard always creates an adverse variance; using more material than allowed is also adverse. Set up a standard costing card and practise with clear columnar layouts.

8. Investment Appraisal: NPV vs IRR |

A common error is believing that the project with the highest IRR should always be chosen. IRR expresses return as a percentage and can ignore the scale of investment, favouring small projects with high rates but lower absolute wealth creation.

When discounting, students might use incorrect discount factors or apply present value tables to the wrong year. A typical slip is forgetting that the initial investment occurs at year 0 and discounting it; it should be left undiscounted as it already is at present value.

Correction: For mutually exclusive projects, NPV is the primary decision tool – accept the project with the highest positive NPV. Use IRR only to compare with cost of capital or as a secondary measure. Build a cash flow timeline clearly labelling year 0, year 1, etc., and apply factors precisely. Practise with net cash flow tables and always discount operating flows from year 1 onwards.

9. Cash Flow Statement Errors |

Under AQA, students often misclassify activities. Dividends paid are a financing activity, but many place them in operating activities. Similarly, interest received may be classified inconsistently; IAS 7 allows a choice, but the selected policy must be explained if not obvious.

Another mistake is incorrectly adjusting for non-cash items when using the indirect method. Adding back depreciation is correct, but students often forget to adjust for movements in inventories, trade receivables and trade payables. An increase in receivables means less cash was collected, so it must be deducted from operating profit.

Correction: Memorise the standard categories: Operating – cash from principal revenue activities; Investing – acquisition and disposal of non-current assets; Financing – changes in equity and borrowings. For the indirect method, start with profit before tax, add back depreciation and other non-cash expenses, then adjust for changes in working capital (increase in current assets subtract, increase in current liabilities add). Finally deduct tax and interest paid, placing them correctly. Use a systematic reconciliation format.
