1. Scarcity and the Basic Economic Problem |

The fundamental economic problem arises because people have unlimited wants but resources are limited. Scarcity forces individuals, firms and governments to make choices. Each choice involves an opportunity cost – the value of the next best alternative forgone.

Because of scarcity, economic agents must answer three key questions: what to produce, how to produce, and for whom to produce. These decisions are coordinated through markets in a free-market economy or by the state in a planned economy.

2. Factors of Production |

The factors of production are the inputs used to produce goods and services. They are classified into four categories: land, labour, capital and enterprise.

Land encompasses all natural resources, such as minerals, water and forests. Labour represents the human effort, both physical and mental. Capital includes man-made tools and machinery used in production. Enterprise is the ability to take risks, innovate and combine the other three factors to create output.

The rewards to each factor are respectively: rent for land, wages for labour, interest for capital, and profit for enterprise.

3. Production Possibility Frontiers (PPF) |

A production possibility frontier (PPF) shows the maximum possible output combinations of two goods or services an economy can produce when all resources are fully and efficiently employed. The curve illustrates the concepts of scarcity, choice and opportunity cost.

Points on the PPF represent efficient production, while points inside the curve indicate underutilisation of resources. An outward shift of the PPF indicates economic growth, often driven by an increase in the quantity or quality of factors of production or technological progress.

4. Demand and Supply |

Demand is the quantity of a good or service consumers are willing and able to buy at various prices during a given period. According to the law of demand, there is an inverse relationship between price and quantity demanded, ceteris paribus. Changes in price cause movements along the demand curve, while changes in other determinants shift the entire curve.

The main determinants of demand include consumer income, prices of related goods (substitutes and complements), tastes and preferences, expectations, and the number of buyers.

Supply is the quantity producers are willing and able to sell at different prices. The law of supply states that price and quantity supplied are positively related. Supply can shift due to changes in production costs, technology, taxes and subsidies, the number of sellers, and weather conditions for agricultural products.

5. Price Elasticity of Demand and Supply |

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. It is calculated as:

PED = (%Δ Quantity Demanded) / (%Δ Price)

PED = (%Δ需求量) / (%Δ价格)

Demand can be price elastic (PED > 1), price inelastic (PED < 1), unit elastic (PED = 1), perfectly elastic or perfectly inelastic. Determinants include the availability of substitutes, whether the good is a necessity or luxury, the proportion of income spent, and the time period considered.

Price elasticity of supply (PES) measures how much quantity supplied changes with price. It depends on the flexibility of the production process, the availability of spare capacity, stock levels, and the time period. A high PES indicates that firms can quickly increase output when prices rise.

6. Market Equilibrium and the Price Mechanism |

Market equilibrium occurs where the quantity demanded equals the quantity supplied, determining the equilibrium price and quantity. When there is excess supply, prices tend to fall; excess demand pushes prices upward. Market forces thus move the price toward equilibrium.

The price mechanism in a free market performs three main functions. Signalling: prices indicate where resources are most needed. Incentive: higher prices encourage producers to supply more, while lower prices stimulate consumption. Rationing: scarce resources are allocated to those who can afford them. These functions guide the allocation of resources without central direction.

7. Market Failure and Government Intervention |

Market failure occurs when the free market fails to allocate resources efficiently. Major sources include externalities, public goods, information asymmetry, and monopoly power. Negative externalities (e.g. pollution) lead to overproduction because private costs are lower than social costs. Positive externalities (e.g. vaccination) result in underproduction because social benefits exceed private benefits.

Public goods are non-excludable and non-rivalrous; the free market will not supply them in sufficient quantities due to the free-rider problem. Information asymmetry, where one party knows more than another, can lead to adverse selection and moral hazard. Monopoly power allows firms to restrict output and raise prices above competitive levels.

Governments intervene to correct market failure using instruments such as indirect taxation to internalise externalities, subsidies for goods with positive externalities, regulation (e.g. emission limits), state provision of public goods, price controls, and competition policy. Each intervention carries potential costs, including government failure if policies create unintended distortions.

8. Macroeconomic Objectives |

Governments typically pursue four main macroeconomic objectives: strong and sustainable economic growth, low and stable inflation, low unemployment, and a satisfactory balance of payments. Additional objectives may include a fair distribution of income and environmental sustainability.

Economic growth is measured by the percentage change in real GDP. Inflation is a sustained rise in the general price level, commonly tracked by the Consumer Price Index (CPI). The unemployment rate reflects the proportion of the labour force actively seeking work but unable to find it. The balance of payments records all financial transactions between a country and the rest of the world; the current account is an important indicator of trade performance.

9. Aggregate Demand (AD) | 总需求

Aggregate demand is the total planned expenditure on domestic goods and services at different price levels. Its components are: consumption (C), investment (I), government spending (G), and net exports (X − M). The AD curve slopes downward, indicating an inverse relationship between the general price level and real GDP demanded.

Several factors can shift AD. Changes in consumer confidence, wealth and interest rates affect consumption. Business optimism, interest rates and technological advances influence investment. Fiscal policy decisions and political priorities alter government spending. Exchange rates and foreign incomes modify net exports.

10. Aggregate Supply (AS) | 总供给

Aggregate supply is the total output of goods and services firms are willing and able to produce at different price levels. The short-run aggregate supply (SRAS) curve slopes upward because higher prices can temporarily raise profit margins if input costs remain unchanged. The long-run aggregate supply (LRAS) curve is vertical, representing the economy’s productive potential when all factor markets are in equilibrium.

Keynesian economists argue that the LRAS curve can be horizontal at low levels of output, reflecting spare capacity, and becomes vertical only when the economy reaches full employment. Classical economists view the LRAS as perfectly inelastic, determined by the quantity and quality of factors of production. SRAS can shift because of changes in input costs (wages, commodity prices), productivity, taxes and subsidies, or supply shocks.

11. Macroeconomic Policy Tools |

Governments use fiscal policy, monetary policy and supply-side measures to achieve macroeconomic objectives.

Fiscal policy involves changes in government spending and taxation. Expansionary fiscal policy (higher spending or lower taxes) boosts AD and can reduce unemployment, but may increase inflation and the budget deficit. Contractionary fiscal policy works in the opposite direction.

Monetary policy, operated by a central bank, manipulates interest rates, the money supply or quantitative easing to influence AD. Lower interest rates encourage borrowing and spending, while higher rates cool an overheating economy. The Bank of England targets an inflation rate of 2% under the current remit.

Supply-side policies aim to increase the productive capacity and efficiency of the economy. Examples include investment in education and training, tax reforms to incentivise work and enterprise, deregulation to reduce barriers to entry, and improvements in infrastructure. Successful supply-side policies shift the LRAS curve to the right, enabling non-inflationary growth.

12. International Trade and Exchange Rates |

International trade allows countries to specialise based on comparative advantage – the ability to produce a good at a lower opportunity cost than another country. Trade brings benefits such as lower prices, greater variety, economies of scale and increased competition. However, it can also lead to structural unemployment and trade imbalances.

Governments may impose protectionist measures, including tariffs, quotas and administrative regulations, to shield domestic industries. While these measures can protect jobs, they often raise prices and reduce consumer choice.

Exchange rates express the value of one currency in terms of another. A depreciation makes exports cheaper and imports dearer, potentially improving the trade balance if demand is elastic. An appreciation has the opposite effect. Exchange rates can be determined by market forces in a floating system or managed by the central bank in a fixed or managed float regime.
