1. Scarcity, Choice and Opportunity Cost |

Scarcity is the basic economic problem: finite resources cannot satisfy unlimited wants. This forces economic agents to make choices, and every choice has an opportunity cost — the next best alternative forgone.

Opportunity cost is not simply the money spent; it includes time, effort, and other resources that could have been used elsewhere. Rational decision-making involves comparing the expected benefits with opportunity costs at the margin.

  • Scarcity forces trade-offs: more of one good means less of another.
  • Economic agents (households, firms, government) all face opportunity costs.

2. Production Possibility Frontier (PPF) |

A PPF shows the maximum combinations of two goods an economy can produce when all resources are fully and efficiently employed. Points inside the curve indicate unemployed resources or inefficiency; points outside are unattainable given current resources and technology.

The shape of the PPF reflects opportunity cost. A straight-line PPF implies constant opportunity cost, while a bowed-out (concave) PPF represents increasing opportunity cost due to the law of diminishing returns.

Economic growth can be shown by an outward shift of the PPF, caused by increases in resource quantity or quality, or technological progress.

  • Movement along the PPF: reallocation of resources between two goods.
  • Shift of the PPF: change in productive capacity.

3. Demand, Supply and Market Equilibrium |

Demand is the quantity of a good consumers are willing and able to buy at various prices in a given period. The law of demand states that, ceteris paribus, as price falls, quantity demanded rises. Key determinants of demand include income, tastes, prices of substitutes and complements, and expectations.

Supply reflects the quantity producers are willing and able to sell at different prices. The law of supply says that higher prices usually lead to greater quantity supplied, driven by profit motives. Influences include costs of production, technology, taxes, subsidies, and the number of sellers.

Market equilibrium occurs where the demand and supply curves intersect, setting the equilibrium price and quantity. Disequilibrium causes either excess supply (surplus) or excess demand (shortage), which in free markets push the price back toward equilibrium.

Condition Price adjustment
Excess supply (surplus) Downward pressure on price
Excess demand (shortage) Upward pressure on price

4. Elasticities | 弹性

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. It is calculated as:

PED = (%Δ Quantity Demanded) ÷ (%Δ Price)

If PED > 1, demand is price elastic; if PED < 1, it is price inelastic. Factors affecting PED include the availability of substitutes, necessity vs luxury, share of income spent, and time period.

Income elasticity of demand (YED) = (%Δ Quantity Demanded) ÷ (%Δ Income). Normal goods have positive YED; inferior goods have negative YED. Cross-price elasticity of demand (XED) = (%Δ Quantity Demanded of Good A) ÷ (%Δ Price of Good B). Positive XED indicates substitutes; negative XED indicates complements.

Price elasticity of supply (PES) = (%Δ Quantity Supplied) ÷ (%Δ Price). Determinants include production time lags, spare capacity, stock levels, and the ease of factor substitution.

5. Consumer and Producer Surplus |

Consumer surplus is the difference between the maximum price consumers are willing to pay and the market price actually paid. It is the area below the demand curve and above the price line.

Producer surplus is the difference between the market price received and the minimum price producers are willing to accept. It is the area above the supply curve and below the price line.

Total economic welfare is the sum of consumer and producer surplus. Changes in market conditions — such as taxes, subsidies, or price controls — redistribute surplus and can cause deadweight loss, a net loss to society.

6. Government Intervention: Indirect Taxes and Subsidies |

An indirect tax (e.g. VAT, excise duty) is a tax on spending. A per-unit tax shifts the supply curve vertically upward by the amount of the tax. This raises the price paid by consumers, reduces the price received by producers, and lowers equilibrium quantity.

The incidence of tax depends on relative elasticities. When demand is more inelastic than supply, consumers bear a larger share of the tax burden. The area of tax revenue is the per-unit tax multiplied by the new quantity; deadweight loss is the triangle of lost surplus.

A subsidy shifts the supply curve downward vertically by the amount of the per-unit subsidy. It lowers the price for consumers, increases the price received by suppliers, and expands quantity. The cost to the government is the subsidy per unit multiplied by the new quantity; overproduction may lead to deadweight loss.

7. Government Intervention: Price Controls |

A price ceiling (maximum price) is set below the free-market equilibrium to make goods more affordable. However, it often leads to a persistent shortage as quantity demanded exceeds quantity supplied.

A price floor (minimum price) is set above equilibrium, often to protect producers’ incomes. This creates a surplus, e.g., agricultural surpluses or excess supply in labour markets under a minimum wage.

Both types of price control can distort market signals, generate black markets, and reduce overall welfare unless accompanied by complementary measures such as government purchases of surplus or rationing.

8. Market Failure and Externalities |

Market failure occurs when the free market fails to allocate resources efficiently, leading to a net welfare loss. One major cause is externalities — costs or benefits imposed on third parties not involved in the transaction.

Negative externalities (e.g. pollution) cause over-production and over-consumption because private costs are lower than social costs. Positive externalities (e.g. education, vaccinations) lead to under-production and under-consumption because private benefits are lower than social benefits.

In diagrams, the socially optimal output occurs where marginal social cost equals marginal social benefit (MSC = MSB). Externalities create a wedge between private and social curves, resulting in deadweight welfare loss.

9. Public Goods and Information Gaps |

Public goods are non-rivalrous (one person’s consumption does not reduce availability for others) and non-excludable (it is impossible to stop non-payers from benefiting). Examples include street lighting and national defence. Free markets under-provide public goods because of the free-rider problem.

Information gaps exist when one party in a transaction has more or better information than the other. This can lead to moral hazard (e.g. insured individuals taking more risks) and adverse selection (e.g. only high-risk individuals buying insurance). Both can cause market failure.

10. Macroeconomic Objectives and Indicators |

Governments typically pursue four main macroeconomic objectives: sustainable economic growth, low and stable inflation (usually 2%), low unemployment, and a satisfactory balance of payments on current account. Additional aims may include reducing income inequality and environmental sustainability.

Key indicators include real GDP growth (measuring economic expansion), the Consumer Price Index (CPI) for inflation, the claimant count and Labour Force Survey (LFS) measures of unemployment, and the current account balance as a percentage of GDP.

Trade-offs may exist: for example, reducing inflation may require higher interest rates, which can slow growth and raise unemployment in the short run. Policymakers often face a Phillips curve trade-off between inflation and unemployment.

11. Aggregate Demand and Aggregate Supply |

Aggregate demand (AD) comprises consumption (C), investment (I), government spending (G), and net exports (X–M). A fall in any component shifts the AD curve to the left, causing lower real GDP and a lower price level in the short run, other things being equal.

Short-run aggregate supply (SRAS) slopes upward because input costs (especially wages) are sticky; as the price level rises, firms find it profitable to expand output. The long-run aggregate supply (LRAS) is vertical at the full-employment level of output, determined by the quantity and quality of factors of production.

Shifts in AD can arise from changes in monetary or fiscal policy, consumer and business confidence, and global economic conditions. Shifts in SRAS result from changes in commodity prices, wage rates, productivity, or supply-side shocks.

12. Macroeconomic Policies |

Fiscal policy involves the use of government spending and taxation to influence the economy. Expansionary fiscal policy (higher G, lower taxes) boosts AD, while contractionary policy reduces AD. The budget balance (surplus or deficit) is a key indicator of the fiscal stance.

Monetary policy, typically operated by an independent central bank, manipulates the interest rate or money supply to achieve price stability and support economic growth. Lower interest rates encourage borrowing and spending, shifting AD rightwards.

Supply-side policies aim to increase the productive capacity of the economy (shift LRAS rightwards). Examples include investment in education and training, cutting red tape, tax reforms to incentivise work and investment, and privatisation. These policies can raise long-run growth without inflationary pressure.

Conflicts between objectives often require careful policy mixes. For instance, a large fiscal stimulus may accelerate growth but worsen the trade deficit and cause inflation.
