📚 Economic Issues |
Economics is the study of how individuals, businesses and governments make choices to allocate limited resources to satisfy unlimited wants. Understanding economic issues helps us analyse real-world problems, from rising living costs to unemployment and environmental degradation. This article explores the core economic issues covered in the Cambridge IGCSE Economics syllabus, providing a comprehensive overview of scarcity, choice, markets, government intervention and global trade.
1. The Fundamental Economic Problem: Scarcity |
Scarcity is the fundamental economic problem that arises because people have unlimited wants but face limited resources. Resources such as land, labour, capital and entrepreneurship are finite, yet human desires for goods and services are virtually endless. This gap between wants and availability forces all societies to make choices about how to use resources efficiently. Scarcity is not simply a lack of resources; it is the condition where resources are insufficient to meet all needs and wants simultaneously.
Because of scarcity, every decision involves trade-offs. A government that increases spending on healthcare must reduce spending elsewhere or raise taxes. A student who chooses to study economics for an extra hour sacrifices leisure time. Even seemingly abundant resources like air are generally free, but clean air can become scarce when pollution damages its quality. Scarcity applies to both goods and services, and it is the central concept that gives rise to the study of economics.
2. Choice and Opportunity Cost |
Choice is the act of selecting among alternatives. Because resources are scarce, individuals, firms and governments cannot have everything they want, so they must choose how to allocate their limited income, time and inputs. Every choice involves an opportunity cost, which is defined as the next best alternative foregone. Opportunity cost is not the sum of all alternatives given up, but only the single most valuable option sacrificed.
For example, a farmer who decides to grow wheat on a field forgoes the opportunity to grow corn. The opportunity cost of the wheat is the corn that could have been produced. In consumer terms, if a person spends £20 on a book, the opportunity cost might be the meal they could have bought instead. Understanding opportunity cost helps economic agents make rational decisions by comparing benefits and costs at the margin, ensuring resources are directed to their most valued uses.
3. The Three Basic Economic Questions |
Every economy, regardless of its size or political system, must answer three fundamental questions due to scarcity. The first is ‘What to produce?’ – society must decide which goods and services to produce and in what quantities, choosing between capital goods and consumer goods, or between essentials and luxuries. The second is ‘How to produce?’ – this concerns the methods of production, for instance whether to use labour-intensive or capital-intensive techniques, and how to combine resources efficiently.
The third question is ‘For whom to produce?’ – this determines how the output is distributed among members of society. It decides who gets what share of the goods and services produced, which depends on income distribution, social policies and the structure of the economy. The way these three questions are answered defines the type of economic system a country adopts, whether market, planned or mixed.
4. Factors of Production |
The production of goods and services requires inputs known as the factors of production. There are four main factors: land, labour, capital and enterprise. Land includes all natural resources such as minerals, forests, water and land itself. The reward for land is rent. Labour refers to the human effort, both physical and mental, used in production, and its reward is wages or salaries. Capital consists of man-made goods used to produce other goods, like machinery, tools and factories, and the reward is interest. Enterprise is the willingness to take risks and organise the other three factors, and the reward is profit.
The quality and quantity of factors of production can change over time. Investment in education improves labour quality, technological advances enhance capital productivity, and discovery of new resources increases land supply. The mobility of factors also varies: labour can move geographically and occupationally, though often with barriers; capital is relatively mobile; land is geographically immobile but can shift between uses.
5. Production Possibility Curve (PPC) |
A production possibility curve (PPC) shows the maximum combinations of two goods an economy can produce with its existing resources and technology, assuming full and efficient employment. Points on the curve represent productive efficiency, where it is impossible to produce more of one good without reducing output of the other. Points inside the curve indicate underemployment or inefficient use of resources, while points outside are unattainable with current resources.
The PPC also illustrates opportunity cost and economic growth. Moving along the curve reveals the trade-off between goods, and the slope indicates the marginal opportunity cost. A straight-line PPC implies constant opportunity cost, while a concave PPC indicates increasing opportunity cost. Economic growth, caused by an increase in resources or technological progress, shifts the entire curve outward, enabling more of both goods to be produced.
6. Economic Systems: Market, Planned and Mixed |
An economic system is the way a society organises the production, distribution and consumption of goods and services. The main types are market economies, planned economies and mixed economies. In a pure market economy, decisions about what, how and for whom to produce are made through the price mechanism, with private ownership of resources and minimal government intervention. Consumer sovereignty drives production, and competition encourages efficiency.
In a planned economy, the government owns most resources and makes key economic decisions through central planning. It sets production targets and allocates resources according to national priorities. While this can ensure basic needs are met and reduce inequality, it often suffers from inefficiency, lack of innovation and consumer choice. Most modern economies are mixed, combining market mechanisms with government intervention to correct market failures, provide public goods and ensure a fairer distribution of income.
| Feature | Market Economy | Planned Economy | Mixed Economy |
|---|---|---|---|
| Resource ownership | Private individuals | Government | Both private and public sectors |
| Decision-making | Price mechanism | Central planning | Markets with government regulation |
| Consumer choice | Wide variety | Limited | Usually wide, regulated |
| Incentives | Profit motive | Meeting targets | Profit and social goals |
7. Market Equilibrium and Price Mechanism |
Market equilibrium occurs at the price where the quantity demanded equals the quantity supplied. At this point, the market clears without excess supply or shortage. The forces of demand and supply interact to determine the equilibrium price. If the price is above equilibrium, a surplus emerges, putting downward pressure on price; if below, a shortage pushes price upward. This automatic adjustment is a key function of the price mechanism.
The price mechanism plays three vital roles in a market economy: signalling, incentivising and rationing. Rising prices signal producers to increase supply and inform consumers to reduce demand, thus guiding resource allocation. Profits incentivise firms to innovate and lower costs, while losses discourage waste. When goods are scarce, higher prices ration them to those willing and able to pay, ensuring efficient distribution without central direction.
8. Market Failure and Government Intervention |
Market failure occurs when the free market fails to allocate resources efficiently, leading to a net welfare loss. Common causes include externalities, public goods, information asymmetry and market power. Negative externalities, such as pollution from factories, impose costs on third parties not reflected in market prices. Positive externalities, like education, generate social benefits beyond private gains. Public goods, such as street lighting, are non-excludable and non-rival, so private markets under-provide them.
Governments intervene to correct market failures using various policy tools. Indirect taxes can internalise negative externalities by raising costs; subsidies encourage activities with positive externalities. Regulations set limits on pollution or mandate consumption of merit goods. Governments also provide public goods directly and use competition policy to prevent monopolies from exploiting consumers. However, government intervention itself can fail if policies are poorly designed or create unintended consequences.
9. Macroeconomic Objectives |
Governments typically pursue several key macroeconomic objectives: sustainable economic growth, low and stable inflation, low unemployment, a satisfactory balance of payments position, and an equitable distribution of income. Economic growth involves increasing the capacity of an economy to produce goods and services over time, measured by changes in real GDP. Low inflation ensures that the purchasing power of money is maintained, protecting savers and encouraging investment.
Low unemployment means that those willing and able to work can find jobs, contributing to output and social stability. The balance of payments records all transactions between a country and the rest of the world; a stable position avoids excessive foreign debt. Income redistribution through taxation and welfare aims to reduce poverty and inequality. These objectives can conflict, e.g. pursuing rapid growth may raise inflation, so governments must prioritise and make trade-offs.
10. International Trade and Globalisation |
International trade allows countries to specialise in producing goods where they have a comparative advantage, i.e. the ability to produce at a lower opportunity cost than others. By trading, nations can consume beyond their own production possibilities, leading to higher living standards. Free trade promotes efficiency, innovation and access to a wider variety of goods, but it can also cause structural unemployment and income inequality within countries if displaced workers are not supported.
Globalisation refers to the increasing interconnection of economies through trade, investment, technology and migration. Multinational corporations spread production across borders, while financial markets operate globally. Globalisation offers significant benefits such as faster growth and technology transfer, but critics point to environmental damage, labour exploitation and loss of cultural identity. Governments use trade barriers like tariffs and quotas to protect domestic industries, but these can spark retaliation and reduce overall welfare.
