Opportunity cost is the value of the next best alternative forgone when a choice is made. In a two‑good model, the opportunity cost of producing one good is the quantity of the other good that must be sacrificed. Consider Country X and Country Y producing food and clothing. Country X can produce 100 units of food or 50 units of clothing. The opportunity cost of 1 unit of food in Country X is 0.5 units of clothing (50/100). In Country Y, if it can produce 80 units of food or 40 units of clothing, its opportunity cost of food is also 0.5 units of clothing. In this case, comparative costs are equal and no mutual gain from specialisation exists. A more typical case is shown below.

Suppose Country A can produce with one unit of labour 20 units of cloth or 10 units of wine. Country B can produce 12 units of cloth or 8 units of wine. The opportunity costs are:

When countries specialise according to comparative advantage, world production of both goods can increase. Using the previous example, without trade A might split its labour to produce 10 cloth and 5 wine, while B produces 6 cloth and 4 wine. Total world output: 16 cloth and 9 wine. After complete specialisation, A produces 20 cloth (0 wine) and B produces 8 wine (0 cloth). The world now has 20 cloth and 8 wine — more cloth but less wine. However, trade can allocate these goods so that both nations consume beyond their production possibility frontiers (PPFs). If A offers 7 units of cloth in exchange for 4 units of wine, both can end up with a consumption bundle that was unattainable in autarky. This consumption gain is the fundamental argument for free trade.

Graphically, trade allows consumption possibilities to lie outside the PPF. The slope of the consumption possibility frontier is determined by the terms of trade, and its position depends on the direction of specialisation.

7. Terms of Trade | 贸易条件

The terms of trade define the rate at which one good exchanges for another in international trade. Using the example above, the domestic opportunity cost of cloth in A is 0.5 wine, and in B it is 0.67 wine. For specialisation and trade to benefit both, the international exchange rate (terms of trade) for cloth must lie between these two ratios. That is, 1 unit of cloth must fetch between 0.5 and 0.67 units of wine. If the rate falls outside this band, one country would be better off producing both goods domestically rather than trading.

The terms of trade index is usually measured as the ratio of export prices to import prices. A favourable movement in the terms of trade means a country can buy more imports for a given quantity of exports, thereby increasing its material welfare.

8. Production Possibility Frontier and Trade | 生产可能性边界与贸易

A production possibility frontier (PPF) shows the maximum combinations of two goods an economy can produce with given resources and technology. Under autarky, a country’s consumption possibilities are constrained by its PPF. Specialisation and trade expand the consumption possibilities, allowing a country to consume outside its PPF. The new consumption frontier passes through the specialised production point and has a slope equal to the terms of trade.

With a widely accepted currency, transactions costs fall dramatically, enabling complex specialisation and extended markets.
