📚 Basic Economic Ideas and Resource Allocation |

This article introduces the foundational ideas of Cambridge AS Economics, focusing on scarcity, choice, opportunity cost, and the way societies allocate resources. Understanding these core concepts is essential for analysing how markets, governments, and mixed systems answer the basic economic questions of what, how, and for whom to produce.

1. Scarcity and the Basic Economic Problem |

Economics is the study of how society chooses to allocate scarce resources among competing uses. The basic economic problem arises because human wants are unlimited, while the resources available to satisfy them are limited. Scarcity is therefore a universal condition: every individual, firm, and government must make choices about what to produce, how to produce, and for whom to produce.

2. Economic Goods and Free Goods |

An economic good is scarce relative to demand, so it commands a price and requires resources to produce. Examples include food, clothing, and education. A free good is available in abundance without opportunity cost, such as air in most circumstances or sunlight. In reality, very few goods are truly free because even seemingly free resources may become scarce under certain conditions.

3. Opportunity Cost |

Opportunity cost is the value of the next best alternative forgone when a choice is made. Because resources are scarce, choosing one option always means giving up another. For example, if a student spends an hour studying economics instead of working at a part-time job, the opportunity cost is the wage forgone. Opportunity cost is a central concept for evaluating decisions by consumers, producers, and governments.

4. Factors of Production |

Resources used to produce goods and services are classified into four factors of production:

  • Land: all natural resources, such as minerals, forests, and water. |
  • Labour: human effort, both physical and mental, used in production. |
  • Capital: man-made resources used to produce other goods, such as machinery and buildings. |
  • Enterprise: the ability to organise the other factors and take risks in business. |

Each factor earns a return: rent for land, wages for labour, interest for capital, and profit for enterprise.

5. Production Possibility Curve (PPC) |

The production possibility curve (PPC) shows the maximum possible combinations of two goods or services that an economy can produce with its existing resources and technology, assuming full and efficient employment. Points inside the curve indicate unemployed or inefficiently used resources. Points outside the curve are unattainable given current resources. The PPC also illustrates opportunity cost because moving from one point to another involves sacrificing some output of one good to gain more of the other.

An outward shift of the PPC represents economic growth, caused by an increase in the quantity or quality of resources or by technological progress.

6. Resource Allocation and Economic Systems |

Every society must answer three fundamental questions: what to produce, how to produce, and for whom to produce. The way these questions are answered defines an economic system. Resource allocation can be guided by market forces, government planning, or a combination of both. The main types of economic systems are the market economy, the planned economy, and the mixed economy.

7. Market Economy |

In a market economy, resource allocation is determined primarily by the price mechanism and the decisions of private individuals and firms. Prices act as signals: rising prices encourage producers to supply more, while falling prices discourage production. Consumers express their preferences through their purchases. The advantages of a market economy include efficiency, consumer sovereignty, and incentives for innovation. However, it may lead to inequality, under-provision of public goods, and market failure such as externalities.

8. Planned Economy |

In a planned or command economy, the government owns most resources and makes the key decisions about production and distribution. Central planners set output targets and allocate resources according to national priorities. The planned economy can aim for greater equality and can mobilise resources for large-scale projects. However, it often suffers from inefficiency, lack of consumer choice, weak incentives, and information problems because planners cannot know all consumer preferences or production possibilities.

9. Mixed Economy |

A mixed economy combines elements of both market and planned systems. Most modern economies are mixed: the private sector operates through markets, while the government regulates, provides public goods, redistributes income, and intervenes to correct market failures. The balance between market forces and government intervention varies from country to country. The mixed economy seeks to combine the efficiency of markets with greater social equity and stability.

10. The Role of Money and Exchange |

Money performs four main functions: a medium of exchange, a unit of account, a store of value, and a standard of deferred payment. By eliminating the need for barter, money reduces transaction costs and enables specialisation and trade. In a resource allocation context, money prices allow consumers and producers to compare values and make efficient decisions. Stable money supports confidence and smooth functioning of the price mechanism.

11. Specialisation and Division of Labour |

Specialisation occurs when individuals, firms, or countries concentrate on producing a narrow range of goods or services. The division of labour breaks production into separate tasks, with workers specialising in particular activities. This increases productivity because workers become more skilled, save time, and can use specialised machinery. However, it may lead to boredom, repetitive work, and interdependence, so if one link in the production chain fails, output is affected.

12. Positive and Normative Statements |

Economists distinguish between positive and normative statements. A positive statement is objective and can be tested against evidence, such as “unemployment rose to 5% last year.” A normative statement involves value judgements and cannot be tested, such as “the government should reduce unemployment.” Both types are important: positive analysis explains how the economy works, while normative analysis guides policy choices based on values and goals.
