📚 Forecasting and Managing Cash Flows |
Cash flow is the lifeblood of any business. A firm can be profitable on paper but still fail if it runs out of cash to pay wages, suppliers or rent. Forecasting and managing cash flows are therefore central to short-term financial planning.
1. Cash Flow vs Profit |
Cash flow is the movement of cash into and out of a business over a period, while profit is the difference between total revenue and total costs over the same period.
Profit includes non-cash items such as depreciation and credit sales. A credit sale increases profit when the sale is made, but cash may not be received until weeks later.
This timing difference means a profitable business can face a cash shortage. Liquidity, not just profitability, determines whether a business can meet its short-term obligations.
2. The Purpose of Cash Flow Forecasting |
A cash flow forecast estimates future cash inflows and outflows over a given period, typically month by month. Its main purpose is to predict periods of negative cash flow before they happen.
Forecasts help managers plan for liquidity shortages, arrange overdraft facilities, delay non-essential spending and support applications for bank loans.
Actual cash flows are later compared with the forecast to identify variances and improve future planning.
3. Key Components of a Cash Flow Forecast |
Cash inflows are receipts of cash, such as cash sales, payments from trade receivables, sale of assets, bank loans and owner’s capital injected into the business.
Cash outflows are payments made by the business, including cash purchases, payments to suppliers, wages and salaries, rent, utilities, tax and loan repayments.
The opening balance is the cash held at the start of the period, and the closing balance is the cash held at the end. The closing balance of one month becomes the opening balance of the next.
4. Constructing a Simple Forecast |
A forecast is built by listing all expected inflows and outflows for each month. Total inflows minus total outflows gives the net cash flow for the month.
Net cash flow = Total cash inflows − Total cash outflows
The closing balance is the opening balance plus the net cash flow.
Closing balance = Opening balance + Net cash flow
