Investment appraisal is a core A-Level Business topic. It focuses on how firms evaluate capital projects such as buying machinery, opening new stores, upgrading IT systems or launching new products. Managers use both quantitative and qualitative methods to decide whether the expected future returns justify the initial spending and the risks involved.

Capital investment involves spending on fixed assets that will be used for more than one year. These decisions often involve large sums of money, long time horizons and high uncertainty, so they cannot be reversed easily without significant loss.

Investment appraisal is the process of analysing the expected costs, cash flows and risks of a capital project. It helps managers compare competing projects, decide whether to accept or reject a proposal, and justify their recommendations to shareholders or lenders.

The three main quantitative methods in the Cambridge syllabus are payback period, average rate of return (ARR) and net present value (NPV). Each has different strengths and limitations, so good evaluation usually combines more than one method with qualitative judgement.

2. Payback Period | 回收期法
The payback period is the length of time needed for a project to recover its initial investment from net cash inflows. It is usually expressed in years and months.

Payback period = year before full recovery + (amount outstanding ÷ net cash flow in next year) × 12 months

For example, if a project costs $100,000 and generates constant net cash inflows of $25,000 per year, the payback period is simply 100,000 ÷ 25,000 = 4 years.

A shorter payback period is generally preferred because the firm recovers its cash more quickly, faces less exposure to uncertainty and improves its liquidity position.

However, payback has two major weaknesses: it ignores all cash flows after the payback date and it does not consider the time value of money. A project with a short payback could still be less profitable than a longer-term alternative.

3. Average Rate of Return (ARR) | 平均回报率法
The average rate of return measures the average annual accounting profit of a project as a percentage of the initial investment. It allows managers to compare the project’s return with a target rate or the return from alternative projects.

ARR = (average annual profit ÷ initial investment) × 100

Average annual profit is found by subtracting the initial investment from total net cash inflows and then dividing by the number of years, assuming no scrap value. For example, a machine costing $100,000 generates total cash inflows of $150,000 over five years. Total profit is $50,000, so average annual profit is $10,000. ARR = (10,000 ÷ 100,000) × 100 = 10%.

ARR is useful because it uses all the project’s cash flows and produces a percentage figure that is easy to compare with interest rates or company targets. However, it is based on accounting profit rather than cash flow, and it ignores the timing of returns. A project that earns most of its profit in early years is more attractive than one with the same total profit earned later, but ARR cannot show this difference.

Net present value is based on the principle that money received today is worth more than the same amount received in the future. This is because today’s money can be invested to earn interest. Discounted cash flow therefore converts future cash flows into their present value using a discount rate.

A positive NPV means the project is expected to earn more than the required return, so it should be accepted. A negative NPV means the project destroys value and should normally be rejected. An NPV of exactly zero means the project earns exactly the required return.

Suppose a business is considering a project costing $120,000. The discount rate is 10%, and the expected net cash inflows are $40,000 in Year 1, $50,000 in Year 2 and $60,000 in Year 3.

NPV = total present value − initial investment = $122,720 − $120,000 = $2,720. Since NPV is positive, the project should be accepted if financial factors alone are considered.

Financial calculations alone rarely provide a complete answer. Managers must also consider non-financial factors that may affect the success or acceptability of an investment.

No single method is perfect. Payback is simple and focuses on liquidity, ARR gives a percentage return, and NPV is theoretically strongest because it accounts for the time value of money.

8. Limitations and Risks of Investment Appraisal | 投资评估的局限与风险
All investment appraisal methods rely on forecasts of future cash flows. These forecasts can be wrong because of changes in demand, costs, competition, technology or the wider economy.

The choice of discount rate is also subjective. A higher discount rate reduces the present value of future returns and may make a good project look unprofitable, while a lower rate has the opposite effect.

Inflation can distort comparisons if cash flows are not adjusted. Managers should use real cash flows with a real discount rate, or nominal cash flows with a nominal discount rate, but should not mix the two.

Capital rationing means a firm may not have enough funds for every positive-NPV project. In that case, projects must be ranked, and qualitative factors such as strategic priority become more important.
