1. The purpose and context of investment appraisal | 投资评估的目的与背景
Firms invest in fixed assets, new technology, new outlets, research or product development. However, capital is scarce, so managers must choose between competing projects and ensure that funds are not wasted on projects that fail to add value.

Investment appraisal is based on net cash flow, not accounting profit. Net cash flow is the difference between cash inflows and cash outflows in a given year. Depreciation is a non-cash expense and should be excluded unless a question specifically asks for profit-based information.

The payback period is the length of time it takes for an investment to recover its initial cost from net cash inflows. It is popular because it is simple to calculate and focuses on liquidity and risk: the faster the payback, the sooner the firm gets its money back.

When annual net cash flows are constant, payback period = initial investment ÷ annual net cash flow. For example, if a project costs $80,000 and generates $20,000 each year, payback is $80,000 ÷ $20,000 = 4 years.

The payback method ignores cash flows after the payback point and ignores the time value of money. It should therefore be used alongside other methods for major strategic decisions.

A project requires an initial investment of $200,000. Forecast net cash inflows are $60,000 in Year 1, $80,000 in Year 2, $70,000 in Year 3, and $50,000 in Year 4.
