1. Economics Foundations |
Economics is the study of how individuals, firms and governments make choices when resources are scarce. The fundamental economic problem is that wants are unlimited, but resources are finite.
Because resources are scarce, every choice has an opportunity cost: the value of the next best alternative forgone. For example, if a student spends £10 on a cinema ticket, the opportunity cost is the book or food they could have bought instead.
The four factors of production and their rewards are:
Economic agents — consumers, producers and the government — interact to allocate resources. In your exam, you should be able to identify opportunity cost in real-life decisions and explain how scarcity forces choices.
2. Resource Allocation |
Resources can be allocated in different ways depending on the economic system. In a free market economy, decisions are made by consumers and producers through the price mechanism. In a planned economy, the government decides what to produce, how to produce and for whom to produce.
Most real-world economies are mixed economies, where the market works alongside government intervention. The government provides goods and services such as education and healthcare, while private firms operate in markets.
The price mechanism allocates resources using three functions:
- Signalling function: prices show changes in demand and supply.
- Incentive function: higher prices encourage producers to supply more.
- Rationing function: when demand exceeds supply, rising prices ration scarce goods.
You should be able to compare market and planned economies, and explain the advantages and disadvantages of each system.
3. How Prices Are Determined |
In a market economy, prices are determined by the interaction of demand and supply. Demand is the quantity of a good or service that consumers are willing and able to buy at a given price. Supply is the quantity that producers are willing and able to sell at a given price.
The law of demand states that as price falls, quantity demanded rises, and as price rises, quantity demanded falls, assuming all other factors remain constant. The demand curve therefore slopes downwards from left to right.
The law of supply states that as price rises, quantity supplied rises, and as price falls, quantity supplied falls. The supply curve slopes upwards from left to right.
Market equilibrium occurs where quantity demanded equals quantity supplied. At this point, the market is cleared and the price is called the equilibrium price.
Equilibrium price: Demand = Supply
A change in price causes a movement along the curve. A change in any other condition — such as income, tastes, or the cost of production — causes a shift of the whole curve. For example, an increase in consumer income shifts the demand curve for a normal good to the right.
You should also know the difference between elastic and inelastic demand. Price elasticity of demand measures how responsive quantity demanded is to a change in price.
PED = % change in quantity demanded ÷ % change in price
4. Production, Costs, Revenue and Profit |
Production is the process of turning inputs into outputs. Productivity measures how efficiently inputs are used, for example output per worker. Higher productivity lowers average costs and improves competitiveness.
Firms face costs of production. Fixed costs do not change with output, such as rent or insurance. Variable costs change with output, such as raw materials and wages for temporary staff.
Total Cost = Fixed Costs + Variable Costs
Average Cost = Total Cost ÷ Output
Revenue is the income a firm receives from selling its output. The main revenue formula is:
Total Revenue = Price × Quantity
Profit is the difference between total revenue and total cost. If total cost exceeds total revenue, the firm makes a loss.
Profit = Total Revenue − Total Cost
As firms grow, they may experience economies of scale. These are reductions in average cost as output increases. Examples include bulk buying, specialisation and access to cheaper finance. Diseconomies of scale, such as poor communication, can eventually raise average costs.
5. Competitive and Concentrated Markets |
Market structure describes the level of competition in a market. In a perfectly competitive market, there are many buyers and sellers, identical products and no barriers to entry. Firms are price takers and earn normal profit in the long run.
At the other extreme, a monopoly is a market with one seller and significant barriers to entry, such as patents, legal licences or extremely high start-up costs. A monopoly can set prices higher than in competitive markets, which may harm consumers.
An oligopoly is a market dominated by a few large firms. These firms may compete on price, quality or marketing, but they are interdependent — each firm’s decisions affect the others. Examples include supermarkets and mobile phone networks.
In the UK, the Competition and Markets Authority (CMA) investigates mergers and anti-competitive practices to protect consumers and encourage competition.
Revision tip: be ready to explain how increased competition can lead to lower prices, higher quality and greater efficiency, but may also reduce profits for existing firms.
6. Market Failure |
Market failure occurs when the free market fails to allocate resources efficiently. This results in a loss of economic and social welfare. You need to understand the main causes of market failure.
Externalities are costs or benefits that affect third parties who are not involved in a transaction. A negative externality, such as pollution from a factory, creates external costs. A positive externality, such as education or vaccination, creates external benefits.
Public goods are non-excludable and non-rivalrous. For example, national defence and street lights. Because people can ‘free-ride’, private firms cannot easily charge for them, so the government usually provides them.
Information gaps occur when buyers or sellers do not have enough information to make rational decisions. For example, know the dangers of smoking, or the quality of second-hand cars.
Governments can correct market failure through taxation, subsidies, regulation, education, and direct state provision of goods and services.
7. Introduction to the National Economy |
Macroeconomics looks at the economy as a whole. One key model is the circular flow of income. Businesses pay households wages for their labour, and households spend money on goods and services produced by businesses.
This flow can grow when there are injections, such as investment, government spending and exports. It can shrink when there are withdrawals or leakages, such as saving, taxes and imports.
The main measure of economic activity is Gross Domestic Product (GDP). GDP measures the total value of all final goods and services produced in a country in a given period.
Nominal GDP measures output at current prices, while real GDP adjusts for inflation. Real GDP per head is often used to compare the average standard of living over time and between countries.
8. Macroeconomic Objectives |
The UK government has several key macroeconomic objectives. You should be able to list them and explain why each one matters.
- Economic growth: increasing the country’s output of goods and services.
- Low and stable inflation: keeping price rises at around 2% per year.
- Low unemployment: ensuring that people who want to work can find jobs.
- Balance of payments stability: avoiding large and long-lasting trade deficits.
- Fair distribution of income: reducing extreme inequality in society.
- Protecting the environment: encouraging sustainable growth.
Sometimes these objectives conflict. For example, high economic growth may cause higher inflation or more pollution. In an exam question, you may need to evaluate trade-offs between objectives.
9. Economic Growth and Living Standards |
Economic growth can be plotted on a Production Possibility Frontier (PPF). If an economy uses unemployed resources, it moves from a point inside the PPF to a point on the PPF. If it gains new technology or more resources, the PPF shifts outwards.
Growth brings benefits such as higher incomes, more tax revenue and improved public services. But it can also cause negative effects, including pollution, congestion and the depletion of natural resources.
GDP per head is not a perfect measure of living standards. It ignores the distribution of income, unpaid work such as childcare, the quality of the environment, and people’s health and happiness.
Alternative measures, such as the Happy Planet Index or the UN’s Human Development Index, include wider factors. You should be ready to evaluate the usefulness of GDP as a measure of welfare.
10. Inflation and Unemployment |
Inflation is a sustained rise in the general price level. In the UK, it is usually measured by the Consumer Prices Index (CPI), which tracks the cost of a basket of goods and services over time.
The main causes of inflation are:
- Demand-pull inflation: aggregate demand grows faster than aggregate supply, pushing prices up.
- Cost-push inflation: rising costs of production, such as wages or raw materials, cause firms to raise prices.
Inflation affects different groups. Borrowers may benefit from repaying loans with money worth less, while savers lose purchasing power. Workers may demand higher wages, but if prices rise faster than wages, real income falls.
Unemployment is the number of people who are willing and able to work but cannot find a job. Its main types include:
- Frictional unemployment: people between jobs.
- Structural unemployment: changes in industries or technology make workers’ skills outdated.
- Cyclical unemployment: caused by a downturn in the economic cycle.
- Seasonal unemployment: demand for labour varies with the season.
Unemployment is a cost to society because output is lost, government benefits increase, and lower incomes reduce tax revenue.
11. Government Economic Management |
The government can manage the economy using fiscal policy, monetary policy and supply-side policies.
Fiscal policy involves changes in government spending and taxation. To boost demand, the government may cut taxes or increase spending. To slow down an overheating economy, it may raise taxes or cut spending. The UK has a target of a 2% inflation rate, and the Office for Budget Responsibility monitors the fiscal position.
Monetary policy is set by the Bank of England. The Monetary Policy Committee (MPC) changes the bank rate to influence borrowing, spending and inflation. Raising interest rates makes borrowing more expensive, reduces spending and tends to lower inflation. Lowering rates has the opposite effect.
Supply-side policies aim to increase the productive capacity of the economy. Examples include education and training, lower business taxes, deregulation, and improving transport infrastructure. These policies help shift the PPF outwards and create long-term growth.
In exam answers, you should explain the intended effects of each policy and consider limitations, such as time lags, conflicting objectives and the risk of harming certain groups.
12. International Trade and Globalisation |
International trade allows countries to specialise in goods and services they produce efficiently. Specialisation can increase total output and allow consumers to access a wider variety of products at lower prices.
However, trade can also create disadvantages: domestic industries may face competition from cheaper imports, leading to job losses. Some countries worry about becoming too dependent on imports of essential goods.
To protect domestic industries, governments may use tariffs, quotas, subsidies and other trade barriers. Protectionism raises prices for consumers and may provoke retaliation, but it can protect infant industries and key jobs.
The balance of payments records a country’s transactions with the rest of the world. The current account includes trade in goods and services. A deficit means imports exceed exports, while a surplus means exports exceed imports.
Exchange rates affect trade. If the pound appreciates, exports become more expensive and imports cheaper, so the current account may worsen. If the pound depreciates, exports become cheaper and imports more expensive, which can improve the trade balance.
Globalisation is the growing interdependence of economies through trade, investment, migration and technology. It creates opportunities for business and consumers, but also increases the risk of financial crisis, inequality and environmental damage.
