📚 Business Finance Needs and Sources of Finance |

Every business, from a small café to a multinational company, needs finance to start, operate and grow. Finance is the money required to pay for assets, cover expenses and support day-to-day activities. Without adequate finance, a business cannot purchase inventory, pay workers or invest in new equipment.

1. Why Businesses Need Finance |

Businesses need finance for different purposes. Starting a business requires initial capital for premises, equipment and opening inventory. Growing businesses may need funds to expand premises, buy new machinery or enter new markets. Even established firms need working capital to cover daily bills such as rent, wages and suppliers.

A useful way to classify needs is by business activity: capital expenditure for long-term assets and revenue expenditure for operating costs. For example, a car manufacturer may need finance to build a new factory (capital expenditure) and to buy steel for next month’s production (revenue expenditure).

2. Short-Term vs Long-Term Finance Needs |

Finance needs are often divided by time period. Short-term finance is used for less than one year and covers temporary shortages, such as paying suppliers before customers settle their invoices. Medium-term finance lasts one to five years and is often used for equipment or vehicles. Long-term finance lasts more than five years and funds major projects such as buying property or building a factory.

The following table summarises common time periods and typical uses.

Time period Examples of needs
Short-term (under 1 year) Stock purchases, payday wages, overdraft repayment
Medium-term (1-5 years) Vehicles, machinery, shop fittings
Long-term (over 5 years) Land, buildings, major expansion

Short-term finance is often linked to overdrafts or trade credit, while long-term finance may come from share issues or long-term loans. Matching the finance period to the life of the asset avoids repayment pressure.

3. Internal Sources of Finance |

Internal sources of finance come from within the business. Retained profit is the most common internal source. It is the profit left after paying tax and dividends, which the business keeps to reinvest. Retained profit is flexible, carries no interest and does not dilute ownership.

Selling unused assets is another internal source. A business can sell obsolete equipment, surplus vehicles or property that it no longer needs, freeing cash for other uses. However, selling assets may reduce productive capacity, so managers must weigh the long-term impact.

Reducing working capital is also internal: collecting debts more quickly, reducing stock levels or delaying payments to suppliers can release cash. This approach may harm supplier relationships or cause stock-outs if used carelessly.

4. External Sources of Finance: Share Capital and Loans |

External finance comes from outside the business. Public limited companies can raise share capital by issuing shares to investors. Shareholders provide money in return for part-ownership; they receive dividends but do not need to be repaid unless the company is wound up. This is permanent capital and is especially useful for long-term projects.

Loans, such as bank loans and debentures, are borrowed money. A bank loan can be medium-term or long-term and is repaid with interest over a fixed schedule. Debentures are long-term loans from investors that pay a fixed interest rate. Loans do not dilute ownership, but they create a legal obligation to repay, and assets may be used as security.

5. Debt vs Equity Financing |

Choosing between debt and equity is a key decision. Debt finance includes loans, overdrafts and debentures. It is cheaper in the short term because interest is often lower than the return expected by shareholders, and interest payments are tax-deductible in some countries. However, debt must be repaid regardless of whether the business makes a profit.

Equity finance, such as issuing shares, is permanent and reduces financial risk because no fixed repayment is required. But it dilutes control and may reduce dividend per share if more shares are issued. The following comparison shows the main trade-offs.

Factor Debt Equity
Repayment Must be repaid Permanent capital
Control No loss of control
