📚 IGCSE Economics: How the Market System Works | IGCSE
The market system is one of the most important ways in which an economy decides what to produce, how to produce it, and for whom to produce. It uses prices, demand and supply, and the choices of individuals and firms to allocate scarce resources.
1. What is a Market System? |
A market is any arrangement in which buyers and sellers can exchange goods and services. A market system is a way of coordinating these exchanges through prices. In a pure market economy, sometimes called a free-market economy, resources are owned by private individuals rather than by the government.
Consumers act in their own self-interest by trying to buy the goods they want at the lowest possible price. Producers act in their own self-interest by trying to maximise profit. The interaction of these two groups, through demand and supply, determines market prices and allocates resources.
2. The Basic Economic Problem and Scarcity |
Every economy faces the basic economic problem: human wants are unlimited, but the resources available to satisfy those wants are limited. This scarcity means that choices have to be made, and every choice involves an opportunity cost.
The market system helps make these choices by directing resources into the production of goods and services that consumers are willing to pay for. If a good is wanted strongly, its price tends to rise, and producers have an incentive to make more of it. In this way, the market system allocates scarce factors of production such as land, labour, capital and enterprise.
3. Demand and the Demand Curve |
Demand is the willingness and ability of consumers to buy a quantity of a good at different possible prices over a given period of time. Effective demand requires both desire and purchasing power.
The law of demand states that, other things being equal (ceteris paribus), quantity demanded falls as price rises, and quantity demanded rises as price falls. This is why the demand curve slopes downward from left to right. Lower prices attract new buyers and allow existing buyers to afford more.
A change in price causes a movement along the demand curve. A movement to the right along the curve is called an extension of demand, while a movement to the left is called a contraction of demand.
The demand curve itself shifts when a non-price determinant changes. Important determinants include changes in consumer income, changes in taste, changes in the price of substitutes and complements, changes in population, and changes in expectations about future prices.
4. Supply and the Supply Curve |
Supply is the quantity of a good that producers are willing and able to sell at each possible price over a given period of time. The law of supply states that, ceteris paribus, quantity supplied rises as price rises, because higher prices offer higher revenue and profits.
The supply curve therefore slopes upward from left to right. A change in price causes a movement along the supply curve. A fall in price causes a contraction of supply, while a rise in price causes an extension of supply.
Supply can also increase or decrease because of non-price factors, which means the whole supply curve shifts. These factors include changes in costs of production, improvements in technology, changes in taxes and subsidies, changes in the price of related goods, changes in weather and production conditions, and changes in the number of firms in the market.
5. Market Equilibrium: How Prices Are Determined |
Market equilibrium occurs where the quantity demanded by consumers equals the quantity supplied by producers. At this price, the plans of buyers and sellers are consistent, and there is no tendency for the price to change, unless a demand or supply factor alters.
At equilibrium: Qd = Qs, and the market clears.
Consider the following market schedule for a good.
| Price ($) | Quantity demanded | Quantity supplied | Market outcome |
|---|---|---|---|
| 2 | 50 | 10 | Shortage → price will rise |
| 4 | 40 | 25 | Shortage → price will rise |
| 6 | 30 | 30 | Equilibrium |
| 8 | 20 | 40 | Surplus → price will fall |
| 10 | 10 | 50 | Surplus → price will fall |
At a price below equilibrium, there is excess demand because consumers want more than producers are willing to supply. This shortage puts upward pressure on price. As price rises, consumers buy less and producers supply more, until equilibrium is restored.
At a price above equilibrium, there is excess supply because producers supply more than consumers wish to buy. This surplus creates downward pressure on price. As price falls, supply contracts and demand expands, and the market returns to equilibrium.
6. Movements along Curves vs Shifts |
A common error in IGCSE economics is to confuse a movement along a curve with a shift of the whole curve. A change in the price of the good itself always causes a movement along both the demand and supply curves. A change in any non-price determinant causes the entire curve to shift.
| Type of change | Effect on demand | Effect on supply |
|---|---|---|
| Change in the good’s own price | Movement along the demand curve | Movement along the supply curve |
| Change in income, taste, related goods, etc. | Whole demand curve shifts | No shift in supply |
| Change in costs, technology, tax or subsidy | No shift in demand | Whole supply curve shifts |
For example, an increase in consumer income for a normal good shifts the demand curve to the right. At the original price, there is now excess demand, so price rises. A higher equilibrium price encourages producers to supply more, so the market moves along the original supply curve.
7. The Signalling, Incentive and Rationing Functions of Price |
In a market system, prices perform three key functions: signalling, incentive and rationing. These functions are the core of the price mechanism.
The signalling function means that prices convey information. A rise in price signals to producers that consumers want more of the good, or that the good has become relatively scarcer. A fall in price signals that demand is weak or that supply is plentiful.
The incentive function means that price changes create incentives for consumers and producers to change their behaviour. A higher price gives producers a strong profit incentive to supply more, while it encourages consumers to reduce consumption. A lower price encourages consumers to buy more, while it gives producers a reason to produce less.
The rationing function means that prices allocate scarce goods among consumers. When there is a shortage, the price rises until demand is reduced and the available supply is rationed to those who are willing and able to pay the higher price.
In this way, the price mechanism solves the basic economic problem automatically. It directs resources away from products consumers no longer want and into products that consumers value most.
8. Advantages of the Market System |
A market system has several important advantages compared with a planned economy, in which the state decides production and prices.
First, the price mechanism is automatic and flexible. There is no need for a complicated planning authority to collect information and issue orders. Prices adjust quickly when demand or supply conditions change.
Second, the market system promotes consumer sovereignty: consumers influence production through their spending decisions, because firms that fail to satisfy consumers will make less profit.
Third, competition gives firms incentives to reduce costs, improve quality and innovate. In order to survive and earn profit, firms must use scarce resources efficiently and respond to changing demand.
Fourth, the market system allows private individuals to make their own choices. It encourages enterprise, risk-taking and individual responsibility, which can lead to economic growth and a greater variety of goods and services.
9. Disadvantages and Market Failure |
Despite its strengths, an unregulated market system can fail to allocate resources efficiently. This situation is known as market failure. When market failure occurs, the price mechanism sends incorrect signals, and too much or too little of a good may be produced.
One important cause is the existence of externalities. For example, a factory that pollutes a river imposes costs on society that are not included in the private cost of production. As a result, the factory produces more pollution than is socially desirable.
Public goods, such as national defence and street lighting, are another problem. They are non-excludable and non-rival in consumption, so private firms have little incentive to supply them. The market system would therefore under-provide these goods without government action.
The market system may also create inequality. People with higher incomes have greater influence, because they can bid up prices and buy more goods. Poorer households may be unable to afford essentials such as housing, education and healthcare.
Furthermore, firms may gain monopoly power. A monopolist can restrict output and raise price above the competitive level, reducing consumer welfare and causing an inefficient use of resources.
10. The Market System in the Real World: A Mixed Economy |
In reality, no country operates a completely pure market economy. Most economies are mixed economies, in which markets allocate most resources, but the government intervenes to correct market failure, provide public services and support those in need.
Governments can intervene in many ways. They can impose taxes and subsidies to change prices, introduce regulations to limit pollution, provide public goods directly, set minimum and maximum prices, and use laws to promote competition.
For IGCSE Economics, the key skill is to explain how the price mechanism allocates resources and then evaluate whether it works well. In many essay questions, you should show both the advantages and the disadvantages of relying on the market, and explain why governments may need to intervene.
