📚 The Mechanism of Price Determination and Market Equilibrium | IGCSE
In a market economy, prices are not set by any single authority or institution. Instead, they emerge from the interaction of millions of buyers and sellers, each pursuing their own interests. Understanding how prices are determined is one of the most fundamental concepts in economics, and it forms the backbone of the CIE IGCSE Economics syllabus.
1. Demand | 需求
Demand refers to the quantity of a good or service that consumers are willing and able to purchase at various prices over a given period of time. Two key words here are ‘willing’ and ‘able’ — wanting a product is not enough; consumers must also have the purchasing power to buy it.
The law of demand states that there is an inverse relationship between price and quantity demanded. When the price of a good rises, the quantity demanded falls; when the price falls, the quantity demanded rises, assuming all other factors remain constant (ceteris paribus).
- The income effect: A lower price increases the real purchasing power of consumers, allowing them to buy more.
- The substitution effect: A lower price makes the good relatively cheaper compared to substitutes, so consumers switch towards it.
- The law of diminishing marginal utility: As consumers consume more units of a good, the additional satisfaction from each extra unit falls, so they are only willing to buy more at lower prices.
The demand curve is drawn with price on the vertical axis and quantity on the horizontal axis, and it slopes downward from left to right.
2. Movements Along and Shifts of the Demand Curve |
It is crucial to distinguish between a movement along the demand curve and a shift of the demand curve itself. A movement along the demand curve occurs only when the price of the good itself changes. For example, if the price of apples rises from $1 to $2 per kg, the quantity demanded falls, and we move from one point to another along the same demand curve.
A shift of the demand curve, on the other hand, occurs when a factor other than the good’s own price changes. A rightward shift represents an increase in demand, meaning consumers are willing to buy more at every price. A leftward shift represents a decrease in demand.
Factors shifting the demand curve (non-price determinants of demand):
| Factor | 因素 | Direction of shift | 移动方向 |
| Increase in consumer income (normal goods)
Rightward |
| Increase in the price of a substitute good 替代品价格上涨 |
Rightward |
| Increase in the price of a complementary good 互补品价格上涨 |
Leftward |
| Change in consumer tastes and preferences in favour of the good 消费者偏好转向该商品 |
Rightward |
| Expectation of future price rise
Rightward (current demand) |
| Population increase
Rightward |
3. Supply | 供给
Supply refers to the quantity of a good or service that producers are willing and able to sell at various prices over a given period of time. The law of supply states that there is a positive relationship between price and quantity supplied.
Producers are profit-seekers. A higher price means higher potential revenue and profit for each unit sold, and a greater incentive to allocate resources to producing that good. Thus, the supply curve slopes upward from left to right.
- Costs of production: Higher costs reduce profitability and reduce supply.
- Technology: Improved technology lowers costs and increases supply.
- The number of suppliers: More firms entering the market increases supply.
- Government policies: Taxes (e.g., VAT, excise duties) reduce supply; subsidies increase supply.
- Weather and natural conditions: Particularly important for agricultural goods.
4. Market Equilibrium |
Market equilibrium occurs when the quantity demanded equals the quantity supplied at a particular price. At this point, the market clears, meaning there is no surplus and no shortage. The equilibrium price is also called the market-clearing price.
Equilibrium condition: Quantity demanded = Quantity supplied
On a standard demand-and-supply diagram, the equilibrium is found at the intersection of the demand curve D and the supply curve S. The price at this intersection is P*, and the quantity traded is Q*.
Equilibrium is significant because it allocates scarce resources efficiently in a competitive market. At the equilibrium price, consumers who value the good most highly are able to buy it, and producers who can produce it most efficiently are able to sell it.
5. Excess Demand and Excess Supply |
When the market price is below the equilibrium price, the quantity demanded exceeds the quantity supplied, creating a situation of excess demand (also called a shortage). Consumers compete against each other for limited goods, which puts upward pressure on the price.
When the market price is above the equilibrium price, the quantity supplied exceeds the quantity demanded, creating excess supply (also called a surplus). Producers are left with unsold stock, and to clear their inventories they must reduce prices, exerting downward pressure on the price.
| Price below equilibrium (excess demand)
| Price above equilibrium (excess supply)
6. Changes in Demand and Equilibrium |
If demand increases (a rightward shift of the demand curve) while supply remains unchanged, the equilibrium price rises and the equilibrium quantity increases. For example, if consumer income rises and the good is normal, the demand curve shifts to the right, leading to a higher price and a larger quantity traded.
If demand decreases (a leftward shift of the demand curve), the equilibrium price falls and the equilibrium quantity falls. For example, if a news report reveals negative health effects of a product, demand shifts left, and the market settles at a lower price and a smaller quantity.
7. Changes in Supply and Equilibrium |
If supply increases (a rightward shift of the supply curve) while demand remains unchanged, the equilibrium price falls and the equilibrium quantity increases. A classic example is technological improvement in manufacturing: as technology reduces production costs, firms supply more at every price, leading to a lower market price and higher output.
If supply decreases (a leftward shift of the supply curve), the equilibrium price rises and the equilibrium quantity falls. For example, a poor harvest caused by drought will shift the supply curve of wheat leftward, pushing up the price of bread and other wheat products.
8. Simultaneous Shifts in Demand and Supply |
In the real world, both demand and supply often change at the same time. In such cases, the net effect on equilibrium price and quantity depends on the relative magnitudes of the shifts.
- Both demand and supply increase (both shift right): Quantity definitely increases, but price is indeterminate — it could rise, fall, or remain unchanged depending on which shift is larger.
- Demand increases and supply decreases: Price definitely rises, but quantity is indeterminate.
- Demand decreases and supply increases: Price definitely falls, but quantity is indeterminate.
- Both demand and supply decrease (both shift left): Quantity definitely falls, but price is indeterminate.
9. The Role of Price in Resource Allocation |
In a market economy, prices serve as a signalling and rationing mechanism. They coordinate the decisions of independent buyers and sellers without any central direction.
- Signalling function: Rising prices signal to producers that demand is strong and resources should be shifted toward producing this good. Falling prices signal that demand is weak and resources should be withdrawn.
- Rationing function: When supply is scarce, higher prices ration the limited supply to those consumers who are willing and able to pay the most.
- Incentive function: Higher prices provide an incentive for firms to increase production and for new firms to enter the market.
10. Common Exam Pitfalls and Practice Questions |
Students frequently lose marks by confusing ‘a movement along the curve’ with ‘a shift of the curve’. Remember: a change in the good’s own price causes a movement along the curve; a change in any other relevant factor causes a shift of the curve.
Another common error is mislabelling the axes (price on the vertical axis, quantity on the horizontal axis) or failing to clearly annotate the equilibrium point. Always label your diagrams clearly and show the direction of shifts with arrows.
