1. Overview of Imperfect Competition |

Imperfect competition describes market structures where firms possess some degree of market power, enabling them to set prices above marginal cost. In AP Microeconomics, we distinguish four primary structures: perfect competition, monopoly, monopolistic competition, and oligopoly. While perfect competition and monopoly represent extremes, monopolistic competition and oligopoly are far more common in reality and are the focus of this section.

Market Structure No. of Firms Product Differentiation Barriers to Entry Long-run Profit
Perfect Competition Many Identical None Normal (zero economic)
Monopolistic Competition Many Differentiated Low Normal (zero economic)
Oligopoly Few Identical or differentiated High Positive possible
Monopoly One Unique Very High Positive

Monopolistically competitive firms sell differentiated products and face downward-sloping demand curves, but free entry drives long-run economic profits to zero. Oligopolists are interdependent; the actions of one firm directly affect rivals, making strategic behavior central to this market form. The table above illustrates how these structures differ in the number of firms, product characteristics, entry conditions, and profit persistence.

2. Monopolistic Competition in the Short Run and Long Run |

In the short run, a monopolistically competitive firm maximizes profit by producing where marginal revenue equals marginal cost (MR = MC), just like any firm with market power. The price is determined on the demand curve above that quantity. If price exceeds average total cost (ATC), the firm earns positive economic profits, attracting new entrants.

The entry of new firms shifts individual firms’ demand curves to the left and makes them more elastic, because consumers now have more substitutes. This process continues until the demand curve is tangent to the ATC curve at the profit-maximizing output. At this long-run equilibrium, price equals ATC, economic profit is zero, but price still exceeds marginal cost, indicating allocative inefficiency. Moreover, the firm does not produce at minimum ATC, which means there is excess capacity—a hallmark of monopolistic competition.

Long-run equilibrium: P = ATC and P > MC, Excess Capacity exists

Firms often engage in non-price competition—advertising, branding, and product differentiation—to shift their demand curves outward and increase market share. This spending can be seen as a waste from a static efficiency perspective, but it also provides consumers with variety and innovation.

3. Oligopoly and Strategic Behavior |

An oligopoly is a market dominated by a few large firms, where each firm’s decisions depend on the anticipated reactions of its rivals. This interdependence is best analyzed using game theory, particularly the prisoner’s dilemma. The key insight is that individually rational decisions can lead to a collectively worse outcome.

Consider a simple duopoly where each firm can choose a high price or a low price. If both choose high, they share the maximum joint profit. If one cheats and sets a low price while the other stays high, the cheater captures a larger market share and earns higher profit. If both choose low, they end up in a price war, and profits fall. The dominant strategy for each firm is to set the low price, so the Nash equilibrium is (Low, Low), even though (High, High) is Pareto superior.

Firm A \ Firm B High Price Low Price
High Price (10, 10) (2, 15)
Low Price (15, 2) (5, 5)

Firms may try to escape this trap by forming a cartel and agreeing to restrict output or raise prices, as OPEC does in the oil market. However, cartels are inherently unstable because each member has an incentive to cheat. In AP Microeconomics, you must be able to identify a payoff matrix, determine dominant strategies, and find the Nash equilibrium.

4. Introduction to Factor (Resource) Markets |

Factor markets are where firms purchase the inputs needed for production—labor, land, capital, and entrepreneurship. Unlike product markets, the demand for factors is a derived demand, meaning it arises from the demand for the goods and services that the factors help produce. If consumer demand for smartphones increases, the demand for labor in smartphone factories will also increase.

The key marginal concept in factor markets is marginal revenue product (MRP), which measures the additional revenue generated by employing one more unit of a factor. For a firm selling in a perfectly competitive product market, MRP equals the product price multiplied by the marginal physical product: MRP = P × MP. In imperfectly competitive product markets, MRP = MR × MP. The firm will hire up to the quantity where MRP equals the marginal factor cost (MFC), which is the additional cost of hiring one more unit of the factor.

Profit-maximizing hiring rule: MRPₗ = MFCₗ

5. Labor Demand and Marginal Revenue Product |

A firm’s demand for labor curve is its MRP curve for labor, which slopes downward due to diminishing marginal returns. As more workers are hired, the marginal physical product of labor (MPₗ) eventually falls, so MRPₗ = P × MPₗ (or MR × MPₗ) also declines. The firm will hire workers as long as the additional revenue from the last worker covers the additional cost.

In a perfectly competitive labor market, the firm is a wage taker, so the marginal factor cost of labor is simply the market wage (MFCₗ = w). Thus the profit-maximizing condition becomes MRPₗ = w. Graphically, the intersection of the downward-sloping MRPₗ curve and the horizontal labor supply curve (wage line) determines the quantity of labor hired.

If the firm has monopsony power (i.e., it is the only buyer of labor in the market), it faces an upward-sloping labor supply curve. To hire an additional worker, it must raise the wage not only for that worker but for all previously hired workers. Consequently, MFCₗ exceeds the wage, and the firm hires fewer workers and pays a lower wage than would occur in a competitive market. This creates a deadweight loss and inefficiency.

6. Labor Supply and Wage Determination |

Individual labor supply decisions reflect a trade-off between leisure and income. The substitution effect of a higher wage encourages workers to substitute work for leisure, increasing hours supplied. The income effect, however, suggests that higher wages allow workers to maintain the same income with fewer hours, reducing labor supply. The backward-bending individual labor supply curve emerges when the income effect dominates at high wage levels.

Market labor supply is typically upward-sloping. In competitive labor markets, the equilibrium wage and employment level are determined by the intersection of market labor demand (sum of all firms’ MRPₗ curves) and market labor supply. Wage differentials across occupations arise from differences in productivity, human capital, compensating differentials for risky or undesirable jobs, and institutional factors like unions and minimum wage laws.

A minimum wage set above the equilibrium acts as a price floor, creating a surplus of labor (unemployment) if the labor market is competitive. In a monopsony, however, a well-designed minimum wage can actually increase both wages and employment, because it breaks the link between supply and MFCₗ.

7. Market Failure: Positive and Negative Externalities |

Market failure occurs when the free market fails to allocate resources efficiently. A major source of market failure is externalities—costs or benefits that affect third parties not directly involved in a transaction. A negative externality, such as pollution from a factory, imposes costs on bystanders that the producer does not pay. The social marginal cost (SMC) exceeds the private marginal cost (PMC), leading to overproduction relative to the socially optimal output Q_social.

Conversely, a positive externality, such as education or vaccination, generates benefits to society beyond the individual’s private benefit. Here the social marginal benefit (SMB) exceeds the private marginal benefit (PMB), causing underproduction. In both cases, the market equilibrium quantity differs from the efficient quantity, creating a deadweight loss illustrated by the welfare triangle between SMC and SMB curves.

For negative externality: Q_market > Q_social; For positive externality: Q_market < Q_social

8. Public Goods and Common Resources |

Goods can be classified by rivalry in consumption and excludability. Public goods are both non-rival (one person’s consumption does not reduce availability for others) and non-excludable (it is impossible or costly to prevent non-payers from consuming the good). National defense and street lighting are classic examples. Because of the free-rider problem, private markets will underprovide public goods, necessitating government provision funded by taxation.

Common resources are rival but non-excludable, like fisheries or clean air. They are prone to overuse and depletion, a phenomenon known as the tragedy of the commons. Each user ignores the external cost imposed on others, leading to depletion of the resource. Solutions include assigning property rights, quotas, or creating tradable permits that create incentives for sustainable use.

9. Government Intervention and Policy Tools |

To correct negative externalities, governments can impose a per-unit tax equal to the marginal external cost (a Pigouvian tax). This shifts the private marginal cost curve upward to coincide with the social marginal cost curve, internalizing the externality and moving production to Q_social. For positive externalities, a per-unit subsidy equal to the marginal external benefit can align private and social marginal benefits, encouraging the socially optimal level of output.
