2. Perfect Competition | 完全竞争市场

Perfect competition is characterized by many small firms selling a homogeneous product with free entry and exit. Each firm is a price taker, meaning it must accept the market-determined price. In the short run, a perfectly competitive firm maximizes profit by producing where marginal revenue (MR) equals marginal cost (MC). Since the demand curve facing the individual firm is perfectly elastic, price equals MR. The firm’s short-run supply curve is its MC curve above average variable cost (AVC). In the long run, economic profits attract new entrants, shifting the industry supply curve to the right until price equals the minimum of average total cost (ATC), driving economic profit to zero. At this long-run equilibrium, both allocative efficiency (P = MC) and productive efficiency (P = min ATC) are achieved.

This results in a higher price and lower output compared to perfect competition, creating a deadweight loss. Monopolies are not allocatively efficient because P > MC, and not productively efficient because they do not produce at minimum ATC. Price discrimination can allow a monopoly to capture more consumer surplus and reduce deadweight loss, but requires market power, the ability to segment consumers, and no resale.

However, the existence of short-run profits attracts new entrants, which shifts individual firms’ demand curves leftward (as customers switch to new substitutes) and makes them more elastic. This process continues until economic profits are eliminated in the long run. The long-run equilibrium occurs where the firm’s demand curve is tangent to its ATC curve at the profit-maximizing quantity. At this point, P = ATC, but P > MC, so the firm has excess capacity and is not allocatively efficient. Productive efficiency is also absent because production does not occur at minimum ATC. Despite these inefficiencies, the diversity and innovation inherent in monopolistic competition benefit consumers.

The kinked demand curve model explains price rigidity: if a firm raises price, rivals won’t follow, making demand elastic; if it lowers price, rivals will match, making demand inelastic. This creates a gap in the MR curve, so MC changes may not alter profit-maximizing price.

Determinants of labor demand include changes in product demand, productivity, and prices of other inputs (substitutes or complements).

As a result, MFCL > wage, and the monopsonist hires fewer workers and pays a lower wage than the competitive outcome, creating deadweight loss. Unions can act as a countervailing force by restricting labor supply or bargaining for higher wages.

Alternatively, internalizing the externality through property rights (Coase theorem) can work if transaction costs are low.

Solutions include regulation, tradable permits, or assigning property rights.

Per-unit taxes create a wedge between the price buyers pay and sellers receive, reducing quantity and generating deadweight loss, with the burden shared between consumers and producers depending on relative elasticities. The more inelastic side bears a greater share. Subsidies shift the supply curve right, increasing quantity but creating excess burden and inefficiency. A lump-sum tax (e.g., a fixed fee) does not affect marginal decisions in the short run but reduces profits and can cause exit in the long run. It is important to analyze these interventions using consumer and producer surplus, deadweight loss triangles, and government revenue or expenditure rectangles. Trade policies such as tariffs and quotas also reduce domestic welfare overall, though they protect specific industries.

Under perfect price discrimination, the monopolist’s MR curve becomes the demand curve, and the firm produces where D = MC, achieving allocative efficiency (P = MC for the last unit). All consumer surplus is converted to producer surplus, but deadweight loss is eliminated. More common is third-degree price discrimination, where a firm segments consumers into groups with different elasticities and charges higher prices to the more inelastic group. Necessary conditions include market power, the ability to prevent resale, and identifiable differences in willingness to pay.

Perfect competition again achieves this in the long run, while monopolistic and oligopolistic markets typically do not. The presence of deadweight loss signals inefficiency and often justifies government intervention, but policymakers must also weigh regulatory costs and unintended consequences. Equity concerns—how the economic pie is divided—are separate from efficiency but equally important in evaluating outcomes. Tax incidence, income redistribution, and access to public goods all reflect equity dimensions. In the AP exam, being able to graph these scenarios and calculate areas of surplus, tax revenue, and deadweight loss is critical.
