Year 12 Edexcel Accounting builds the foundation for all future studies in the subject. It introduces the accounting equation, double‑entry bookkeeping, trial balances, error correction, and the preparation of final accounts for sole traders. You will also learn how to classify costs and perform break‑even analysis. Mastering these core areas is essential for success in the AS exams.

1. The Accounting Equation |

The accounting equation states that assets equal liabilities plus capital. Every financial transaction affects at least two elements of this equation, keeping it in balance at all times.

Assets = Liabilities + Capital is the foundation of double‑entry bookkeeping. Understanding how purchases, sales, expenses, and drawings alter the equation helps you grasp the logic behind debits and credits.

Capital includes the owner’s initial investment plus retained profits less drawings. This expanded form can be written as: Assets = Liabilities + (Capital introduced + Profit – Drawings).

2. Double‑Entry System |

Every transaction is recorded in at least two accounts: one account is debited, and another is credited, following the rule ‘debit the receiver, credit the giver’ for personal accounts and specific rules for real and nominal accounts.

For assets and expenses, an increase is a debit entry, while a decrease is a credit entry. For liabilities, capital, and income, an increase is a credit entry, and a decrease is a debit entry. Memorising this principle is vital.

Every debit entry must have a corresponding credit entry of equal value. When postings are made correctly, the total debits in the ledger will always equal the total credits.

3. Books of Prime Entry and Ledger Accounts |

Transactions are first recorded in books of prime entry: sales day book, purchases day book, sales returns day book, purchases returns day book, cash book, and the general journal. These books summarise similar transactions before posting to ledgers.

The sales ledger contains personal accounts of credit customers, while the purchases ledger contains personal accounts of credit suppliers. The general ledger holds all other accounts, including expenses, income, assets, and capital.

Control accounts in the general ledger summarise the totals from the sales ledger and purchases ledger. They provide an independent check on the accuracy of these subsidiary ledgers and help locate errors.

4. Trial Balance and Its Limitations |

A trial balance lists all ledger account balances at a particular date, with debit balances in one column and credit balances in another. If total debits equal total credits, it suggests the ledger is arithmetically correct.

However, a balanced trial balance does not guarantee the absence of errors. Errors of omission, commission, principle, original entry, compensating errors, and complete reversal of entries will not be revealed by the trial balance.

When the trial balance does not balance, a suspense account is opened to temporarily hold the difference. This allows the preparation of draft financial statements while the error is investigated.

5. Correction of Errors and Suspense Account |

Errors that affect trial balance agreement are corrected via journal entries that involve the suspense account. Once the error is found, the correcting entry removes the difference from the suspense account.

Errors that do not affect the trial balance are corrected with journal entries that do not use the suspense account. You must analyse which accounts are incorrectly debited or credited and reverse or adjust them accordingly.

After all corrections, both the income statement and the statement of financial position must be adjusted to reflect the correct profit and asset / liability positions. Exam questions frequently ask for revised financial statements after error correction.

6. Accruals, Prepayments and Other Adjustments |

Under the accruals basis, expenses and income are recognised when incurred or earned, not when cash is paid or received. This leads to adjustments for accrued expenses, prepaid expenses, accrued income, and income received in advance.

An accrued expense is an expense consumed but not yet paid; it increases the expense in the income statement and creates a current liability. A prepaid expense reduces the expense for the period and is shown as a current asset.

Irrecoverable debts and allowances for doubtful debts are also key adjustments. An irrecoverable debt is written off as an expense. An allowance for doubtful debts is a provision that reduces trade receivables to their estimated recoverable amount.

7. Depreciation and Disposal of Non‑Current Assets |

Depreciation allocates the cost of a non‑current asset over its useful life, matching the expense to the revenue it generates. The two main methods for the AS syllabus are straight‑line and reducing balance.

Straight‑line depreciation: annual charge = (Cost – Residual value) / Useful life. Reducing balance: annual charge = Net book value at start of year × Fixed percentage. Both methods require consistent application.

When a non‑current asset is sold, a disposal account is used to remove the asset’s cost and accumulated depreciation, record the sale proceeds, and calculate the profit or loss on disposal. This profit or loss is reported in the income statement.

8. Financial Statements for Sole Traders |

The two principal financial statements are the income statement (trading and profit and loss account) and the statement of financial position. The income statement calculates gross profit (sales less cost of sales) and net profit (gross profit less operating expenses).

Cost of sales = Opening inventory + Purchases – Purchases returns + Carriage inwards – Closing inventory. Carriage outwards is treated as an expense, not part of cost of sales. Be precise in your presentation.

The statement of financial position shows assets (non‑current and current), liabilities (current and non‑current), and capital. It is a snapshot of the business’s financial position at a point in time. Capital is the balancing figure, calculated as net assets less long‑term liabilities.

9. Ratio Analysis and Interpretation |

Ratio analysis helps stakeholders evaluate profitability, liquidity, and efficiency. Key profitability ratios include gross profit margin (Gross profit / Revenue × 100) and net profit margin (Net profit / Revenue × 100).

Liquidity is assessed through the current ratio (Current assets / Current liabilities) and the acid test ratio (Current assets – Inventory / Current liabilities). The acid test ratio excludes inventory because it is not easily convertible into cash.

Return on capital employed (ROCE) = Net profit before interest and tax / Capital employed × 100. It measures how efficiently the business uses its long‑term funds. Comparisons should be made over time and with similar businesses.

10. Cost Classification and Break‑Even Analysis |

Costs are classified by behaviour into fixed costs, variable costs, and semi‑variable costs. Fixed costs remain unchanged in total over a relevant range of output, while variable costs change directly with production volume.

Break‑even point (units) = Total fixed costs / (Selling price per unit – Variable cost per unit). This formula calculates the number of units that must be sold to cover all costs, resulting in zero profit or loss.

Margin of safety = Actual output – Break‑even output. It shows how much sales can fall before losses occur. Break‑even charts and contribution analysis are essential tools for short‑term decision making.
