📚 Year 12 CAIE Accounting: Common Mistakes and Corrections | Year 12 CAIE

Many Year 12 students tackling the CAIE Accounting syllabus find themselves tripped up by recurring misconceptions that appear across topics such as financial statements, adjustments, and ratio analysis. These mistakes often stem from a superficial understanding of core principles, rushed application of procedures, or confusion between similar-sounding concepts. This article identifies the most common pitfalls encountered in the AS Level Accounting course and provides systematic methods for correcting them, complete with worked examples and clear conceptual breakdowns.

1. Capital vs Revenue Expenditure |

A frequent error is classifying repair costs as capital expenditure when they merely restore an asset to its original condition rather than enhancing its earning capacity. The test is whether the spending extends the useful life, increases capacity, or materially improves the asset. Routine repairs, repainting, and minor part replacements are always revenue expenditure and must appear in the income statement as an expense in the year incurred.

Conversely, delivery costs on a new machine, installation charges, and legal fees for acquiring property are capital expenditures that should be added to the asset’s cost in the balance sheet. Students often mistakenly write off these ancillary costs as expenses. Remember: capital expenditure appears on the statement of financial position and is depreciated over time; revenue expenditure hits the income statement immediately and reduces profit for the period.

2. Bad Debts vs Provision for Doubtful Debts |

Students commonly confuse the write-off of a specific bad debt with the adjustment to the provision for doubtful debts. A bad debt is a confirmed, irrecoverable amount from a specific debtor. It is removed from trade receivables and recorded as an expense. The provision, however, is a prudent estimate of potential future losses on the remaining receivables balance. Writing off a bad debt and adjusting the provision are two distinct journal entries.

A classic mistake occurs when a student increases the provision by the full amount shown in the trial balance rather than calculating the incremental change. If the trial balance shows a provision of £500 and the year-end policy requires a provision of £650, the income statement charge is only £150 (the increase). Similarly, if the required provision falls to £400, a £100 reduction is credited to the income statement. The adjustment is always the difference between the old and new provision figures.

3. Depreciation Methods and Partial-Year Calculations |

The straight-line method often seems straightforward until an asset is purchased or disposed of part-way through the financial year. A common oversight is charging a full year’s depreciation regardless of the acquisition date. If an asset costing £12,000 with a residual value of £2,000 and a 5-year life is bought on 1 October and the financial year ends on 31 March, only six months of depreciation should be charged: (£12,000 − £2,000) ÷ 5 × 6/12 = £1,000.

With the reducing balance method, students sometimes apply the percentage to the original cost rather than the net book value. The formula is:

Annual Depreciation = Net Book Value × Given Percentage

After the first year, the net book value is cost minus accumulated depreciation. Another error is forgetting to deduct the residual value before applying the reducing balance rate—but in the reducing balance method, the residual value is not directly subtracted; the percentage is simply applied to the diminishing net book value each year until the asset is disposed of or fully depreciated.

4. Accruals and Prepayments in Financial Statements |

The most persistent error in this area is double-counting or failing to reverse the opening accrual/prepayment from the previous period. When a trial balance includes an opening accrual for electricity of £300, this £300 has already been charged against profit in the prior year. If the trial balance shows electricity expenses of £4,500 and the closing accrual is £450, the charge for the year is £4,500 − £300 + £450 = £4,650. Ignoring the opening accrual inflates the expense incorrectly.

Prepayments work similarly but in reverse. An opening prepayment represents an amount paid in the previous year that relates to the current year, so it must be added to the current year expense. A closing prepayment is deducted. The general formula is:

Expense for Year = Trial Balance Amount − Opening Accrual + Closing Accrual + Opening Prepayment − Closing Prepayment

5. Bank Reconciliation Statements |

Students frequently reverse the direction of adjustments when reconciling the cash book balance with the bank statement balance. Unpresented cheques (cheques issued but not yet cleared) reduce the bank statement balance, while uncredited deposits (lodgements not yet recorded by the bank) increase it. The typical reconciliation format works as follows:

Item Amount (£)
Balance per bank statement X
Add: Uncredited deposits X
Less: Unpresented cheques (X)
Balance per cash book (updated) X

When the cash book shows a bank overdraft, the logic flips. An overdraft is a liability, so deposits reduce it and unpresented cheques increase it. Many candidates forget this reversal and apply the same rules mechanically, leading to an incorrect reconciled balance.

6. Control Accounts and Contra Entries |

A sales ledger control account summarises all individual trade receivable accounts. One commonly misunderstood entry is the contra: when a business both sells to and buys from the same entity, the amounts can be offset. The double entry is: debit the purchase ledger control account and credit the sales ledger control account. Students often reverse this or omit it entirely, causing both control accounts to be overstated.

Another common slip is including cash sales in the sales ledger control account. Cash sales do not involve a receivable and must not appear in the control account. Only credit sales, receipts from debtors, sales returns, discounts allowed, and bad debts belong there. Similarly, the purchase ledger control account excludes cash purchases and only tracks credit purchases, payments to creditors, purchase returns, and discounts received.

7. Inventory Valuation: FIFO and AVCO |

Under FIFO (First In, First Out), closing inventory is valued at the most recent purchase prices. A mistake occurs when students use the oldest prices or average all purchases indiscriminately. If a business has opening inventory of 100 units at £5, purchases of 200 units at £6, and sales of 150 units, the closing inventory of 150 units is valued at the latest price: 150 × £6 = £900 under FIFO. Using £5 would undervalue inventory and breach the prudence concept.

AVCO (Average Cost) recalculates the weighted average after every purchase. The formula at any point is:

Weighted Average Cost = Total Cost of Inventory Available ÷ Total Units Available

Students sometimes take a simple average of unit prices (e.g. (£5 + £6) ÷ 2) instead of weighting by quantities. This produces an inaccurate valuation. Correct AVCO after the above purchase: (100 × £5 + 200 × £6) ÷ 300 = £5.67 per unit (rounded). Closing inventory = 150 × £5.67 = £850.50.

8. The Matching Principle and Its Application |

The matching principle requires expenses to be recognised in the same period as the revenues they help generate, regardless of when cash is paid. Students frequently violate this by recording expenses when paid rather than when incurred. Accruals and prepayments are the correcting mechanisms. If rent of £12,000 per annum is paid quarterly in advance and the financial year ends with two months prepaid, the expense is £10,000, not £12,000.

A subtler error emerges with carriage inwards and carriage outwards. Carriage inwards is a cost of bringing inventory to the business and is added to the cost of purchases (or closing inventory valuation). Carriage outwards is a selling and distribution expense. Treating carriage inwards as an expense in the income statement understates gross profit, while including carriage outwards in cost of sales overstates it. Both misapplications distort the gross profit margin and mislead performance analysis.

9. Disposal of Non-current Assets |

When a non-current asset is sold, students often forget to eliminate the asset’s cost and accumulated depreciation from the ledger accounts before calculating the gain or loss. The disposal account must be opened, and three key transfers made: the asset’s cost to the disposal account (debit disposal, credit asset), the accumulated depreciation to the disposal account (debit accumulated depreciation, credit disposal), and the sale proceeds (debit cash, credit disposal). The balancing figure on the disposal account is the profit or loss on disposal.

A common numerical mistake is failing to charge depreciation in the year of disposal up to the date of sale. If an asset with a net book value of £8,000 on 1 January is sold on 30 September and the annual depreciation rate is 20% straight-line, nine months of depreciation (£8,000 × 20% × 9/12 = £1,200) must be charged before computing the disposal. Omitting this step overstates the net book value at disposal and understates any loss or overstates any gain.

10. Bank Overdraft: Asset or Liability? |

A bank overdraft appears as a credit balance in the cash book and is a current liability on the statement of financial position. Students mistakenly classify it as a negative asset or place it under current assets with a minus sign. This misclassification undermines the accounting equation and can distort liquidity ratios such as the current ratio and the acid test ratio. A bank overdraft must sit firmly within current liabilities.

In a bank reconciliation, if the cash book shows an overdraft, the starting point becomes a negative figure. Unpresented cheques increase the overdraft balance (making it more negative), while uncredited deposits reduce it. This is the reverse of the standard reconciliation logic for a positive bank balance. Rehearsing both scenarios—positive balance and overdraft—is essential for exam confidence.

Finally, the prudence concept requires that an overdraft never be netted off against a positive balance in a separate bank account unless a legal right of set-off exists. Each bank account should be shown separately: a positive balance under current assets and an overdraft under current liabilities. Netting them off conceals the true liquidity position and misleads users of financial statements.
