The Time Dimension in Economics |

📚 The Time Dimension in Economics |

In economics, time is not just a background clock. It changes behaviour, constraints, and outcomes. Distinguishing between the short run and the long run, recognising lags and expectations, and understanding discounting are essential for A-Level analysis and for producing high-quality evaluation.

1. Why Time Matters in Economics |

Economics studies choices over time. Households decide how much to save and consume today versus tomorrow; firms decide when to invest; governments decide whether to stimulate now or later. Time gives rise to investment, capital accumulation, depreciation, and expectations.

Many economic variables are flows measured per period, such as income per year, while others are stocks at a point in time, such as capital or debt. Confusing stocks and flows is a common error that can invalidate an otherwise logical argument.

Time also creates uncertainty. Decisions made today depend on expectations of future prices, incomes, interest rates, and government policy. Therefore, the time dimension links directly to risk, expectations, and credibility.

2. Very Short Run, Short Run, Long Run, and Very Long Run |

In microeconomics, the very short run, or market period, is when all factors of production are fixed and supply is perfectly inelastic. The short run is when at least one factor is fixed, usually capital. The long run is when all factors are variable. The very long run includes changes in technology, institutions, and social norms.

Time period Factor flexibility Supply response Example
Very short run All factors fixed Perfectly inelastic Fresh fish at a daily market
Short run At least one fixed factor Can expand output, but with rising marginal cost A bakery hiring more workers with fixed ovens
Long run All factors variable Can change scale and enter or exit the industry A bakery opening new branches or leaving the market
Very long run Technology and institutions change Production function shifts outward Automation in baking and new food safety laws

The law of diminishing returns applies in the short run because fixed factors constrain output. In the long run, firms can change scale and experience economies or diseconomies of scale. This distinction explains why short-run average cost curves are U-shaped while the long-run average cost curve is an envelope of the short-run curves.

3. Time Dimension in Production and Costs |

Short-run costs include fixed costs and variable costs, so total cost = total fixed cost + total variable cost. Average total cost = average fixed cost + average variable cost. Because fixed costs are spread over more output, average fixed cost falls continuously, but average variable cost eventually rises due to diminishing returns.

ATC = AFC + AVC

TC = TFC + TVC

In the long run, all costs are variable. Firms choose the plant size that minimises cost for each output level. The long-run average cost curve therefore traces the lowest average cost achievable when all inputs can be adjusted.

A competitive firm may earn supernormal profit in the short run, but entry and exit in the long run drive profit to normal. Thus the same market can have different equilibria at different time horizons. This is a powerful evaluation point: short-run profitability does not guarantee long-run profitability.

4. Short-Run and Long-Run Aggregate Supply |

The Keynesian short-run aggregate supply (SRAS) curve slopes upward because nominal wages and some prices are sticky. Firms respond to higher prices by producing more while input costs remain temporarily unchanged. The classical long-run aggregate supply (LRAS) curve is vertical at full employment output because all prices, including wages, adjust.

A rise in aggregate demand increases real output and employment in the short run, but in the long run it only raises the price level if the economy is at full employment. This is the core of the short-run/long-run distinction in macroeconomics.

Some Cambridge questions ask you to explain why the LRAS is vertical. The answer lies in the time dimension: in the long run, contracts are renegotiated, expectations adjust, and resource prices become flexible, so real output returns to its potential level Y*.

5. The Phillips Curve and the Time Dimension |

The original Phillips curve suggested a stable inverse trade-off between inflation and unemployment. Friedman and Phelps argued this trade-off exists only in the short run because workers and firms initially mistake nominal wage changes for real wage changes.

In the long run, expectations adjust, so unemployment returns to the natural rate, often called NAIRU. The long-run Phillips curve is vertical at the natural rate of unemployment. Attempts to keep unemployment below the natural rate cause accelerating inflation.

π = πᵉ − β (u − uₙ)

This equation shows that inflation depends on expected inflation and the unemployment gap. In the short run, u can differ from uₙ, but in the long run π = πᵉ and u = uₙ, so there is no permanent trade-off.

6. Macroeconomic Policy Lags |

Policy operates with lags: recognition lag, decision lag, implementation lag, and impact lag. Fiscal policy often has long decision and implementation lags; monetary policy has shorter implementation lags but a longer impact lag.

Type of lag Description Fiscal policy example Monetary policy example
Recognition lag Time taken to identify a shock Takes months to confirm a recession Central bank reviews slow-moving data
Decision lag Time taken to agree on action Parliamentary debate may take months Monetary policy committee meets monthly
Implementation lag Time taken to put policy into effect Public works take time to start Rate changes are immediate
Impact lag Time taken for policy to affect real activity Spending filters through slowly Investment and consumption react with long lags

Lags make discretionary stabilisation difficult. By the time a policy takes effect, the economy may have already self-corrected or moved into a different phase. The policy could then become pro-cyclical, worsening the cycle instead of smoothing it.

7. Adaptive Expectations versus Rational Expectations |

Adaptive expectations assume agents form expectations based only on past observations, adjusting slowly as new data arrive. Rational expectations assume agents use all available information and understand the structure of the economy, so systematic forecast errors are avoided.

Under rational expectations, anticipated policy changes have no effect on real output even in the short run, according to new classical economics. Only unanticipated changes matter because prices and wages adjust immediately.

This has strong policy implications. If expectations are rational, a credible announcement of future monetary tightening can reduce inflation today without a large recession, because agents immediately revise wage and price demands. Under adaptive expectations, such credibility is weaker and adjustment is slower.

8. Discounting, Present Value, and Investment |

Time dimension requires comparing costs and benefits at different dates. The present value formula shows that future payoffs are worth less today because money can earn interest and because of risk and time preference.

PV = FV ÷ (1 + r)ⁿ

For a firm, an investment project is worth undertaking if the net present value is positive: the present value of expected future profits must exceed the initial cost. Higher interest rates reduce present value, discouraging investment.

This is one channel through which monetary policy affects aggregate demand. A higher policy rate raises the discount rate, lowering the present value of housing, machinery, and inventory projects, so consumption of durables and business investment fall.
